    A b s t r a c t

    This paper considers the effects of t rade policy in industr ies which are imperfect lycompetitive, and in which there is an input-output structure, creating vertical linkagesbetwee n f irms. T w o models are presented, one based on Courno t o l igop oly and the other onDix it-Stig l i tz p roduct d ifferentia t ion. In both m odels i t may be the case that tradeliberalisation triggers a dram atic expansio n of outpu t and poss ibly also a reduction inimports. Th is arises as impo rt liberalisation low ers costs in dow nstrea m industries, expan d-ing their output, and triggering a 'big push' of industrialisation.JEL classification: F12; F13; O14Ke y wo r d s : Trade policy; E ffective protection; M ultiple equilibria

That is, we assume that the economy is unable to change either the worldprice of traded goods, or the number of varieties of product produced in andimported from the rest of the world. This assumption enables us to focus analysisentirely on one economy, taking the rest of the world as parametric. We alsoassume throughout the paper that the economy does not export the upstreamproducts, i.e. that there is some sufficiently large wedge between import andexport prices. ~ The economy starts from a relatively low level of output in theindustrial sectors under study, and our focus is how trade policy might trigger anexpansion of output.

    Ideas in the paper have their origins in the work of Rosenstein-Rodan (1943),and more recent development due to Murphy et al. (1989) and others, surveyed inMatsuyama (1994). In particular, the role of intermediate goods has been devel-oped in work by Ethier (1982), Faini (1984), Okuno-Fujiwara (1988), and morerecently Rodrik (1995) and Rodriguez-Clare (1996). The contribution of this paperis to allow intermediate goods to be traded, and to study the effects of trade policyon the industry equilibrium.

    The two models are developed and analysed in Sections 2 and 3 of the paper.Section 4 draws out the implications of the analyses.

    2 . Deve lopment and ana lys i s o f mode l I2 . 1 . M o d e l I

    We consider two industries; an upstream industry, X, which supplies anintermediate good, and a downstream industry, Y, which uses this intermediateand produces final output.

    The downstream industry, Y, is perfectly competitive with constant returns toscale and firms that are price-taking in both output and input markets. The totaloutput of the industry is denoted Y, and its domestic price, q. The good is tradableon world markets, and we shall take q as a constant, being composed of a constantworld price plus any domestic taxes or tariffs. This industry uses as inputs labour,with wage w, and the X-sector intermediate good which has price p. Unit costs inthe Y industry are denoted c, and given by
