MARKET OUTLOOK

Equity Markets Round Up: August 2019

• GDPgrowthforQ1,FY20cameinat5%(5.8%inQ4,FY19),whichwasmuchbelowconsensusestimates.Anecdotalevidence aroundweak private consumption demandwas confirmed by the numbers,with private consumption onlygrowing 3.1% during the quarter. Fixed investment grew at 4% during the quarter. The government is somewhatconstrainedinspendingtopushgrowthgiventheweakrevenuecollectionsandthefiscaldeficittargetof3.3%oftheGDPforFY20.AccordingtodatafromCGA,uniongovernmentexpenditure(tillJuly’19)isup7.7%yoy(FY20budgettargetforexpendituregrowthis14%).WedonotthinkthatthegovernmentwillusetheonetimeextradividendgivenbyRBItothegovernmenttostimulatetheeconomy,thoughthisamountdoesimprovegovernmentfinancesatthemargin.Inmonetarymeasures,theRBIhasbeensupportiveandcutratesforthefourthsuccessivetime(35bps)attheAugustmeeting.

• Thegovernmenthashowever,takenothermeasurestohelpbusiness.Ithasrolledbackthesurchargeonincome(imposedin the budget) from capital gains on equity investments and announced steps to improve ease of doing business and measures for short term stimulus. These include steps like expediting delayed payments to contractors, additionaldepreciationonpurchaseofvehicles(tillMarch’20),expeditingGSTrefundsetc.

• Inequitymarkets,theNiftywasdown0.85%duringthemonth.MSCIIndia(USD)wasdown3.2%astheRupeeweakenedsubstantiallyduringthemonth.MSCIIndiahoweverdidbetterthantheMSCIEM(USD)indexwhichwasdown5.1%.FIIflowswerenegativeatRS.17,592croresduringthemonth,whilemutualfundswerenetbuyersatRs.17,200crores.

• Globally,thelevelofpoliticaluncertaintyremainedhighwithcontinuednewsflowintheUS–Chinatradeissues,Brexitandadditionally,developmentsinArgentina.TheUSlabelledChinaa‘currencymanipulator”astheCNYbrokethelevelof7CNY/USD.Ittradedatarate7.16CNY/USDatthemonthend.Further,bothcountriesleviedadditionaltariffsonimportsfromeachother.

Equity Market Outlook

• There are both structural and cyclical issues behind the economic slowdown.While lower interest rates and selectgovernment steps to improvedemandwill help on the cyclical front, steps like focus on infrastructure and clearingcompanies’paymentfasterwillstructurallyhelptheeconomy.

• CorporateearningsnumbersforFY20areexpectedtobeweakerthanearlierforecastastheslowdownhasprolonged.Banks,whichareexpectedtodriveearningsgrowthinFY20,areshowingprofitgrowthslowerthanexpectedasinsolvencyresolutionsaredelayed,creditgrowthismoderateandneedforprovisions,whilemoderating,isstillmeaningful.Howeverassaidearlier,lowercrudeandcommodityprices,shouldbeapositiveformanufacturingcompanies.

• Thefallingbondyieldsaremakingequitiesrelativelyattractivefromanassetallocationperspective.Further,thecorrectionover the past one and half years in small and midcap stocks makes them relatively more attractive from a medium to long termperspective.

Fixed Income Market Update: August 2019• Duringthemonthwesawasharprallyintheshorttomediumsegmentofthedebtmarketwithyieldsfallingacross

moneymarkets,corporatebondsandgilts.RatecutbyRBIMPC,fallinglobalbondyields,growthworriesbothdomesticandglobal(onbackofrisingtradetensions)andamplebankingsystemliquiditywerethemainreasons.Howevertheten year and longer segment of govt bonds showed a divergent performance with yields rising 5 to 20 bps on back of supplyconcernsanddisappointmentoveruncertaintyofsovereignbondissuance.

• TheRBIMPCat itsMonetaryPolicyReviewmeetingconcludedon7thAugcutkeyratesby35bpsandmaintainedaccommodativestance.ItsstatementindicatedthatithadgivenhigherimportancetogrowthconcernsinthebackdropofstableCPIinflations.Thereporateisnowat5.40%.In2019RBIMPChasnotcutkeyratescumulativelyby110bpssinceFebruary2019.

• Duringthemonth,RBIreleasedtheReportbytheBimalJalanCommitteewhichhadbeenformedtoreviewtheexistingEconomicCapitalFramework.TheJalancommitteelaidoutthebroadprinciplesondividendtransfer.Itbrokedowneconomiccapitalinto"realizedequity"and"revaluationcapital".Mostimportantly,itclarifiedthatrevaluationbalanceswere"notdistributable",astheyrepresentedunrealizedvaluationgains.Thecommitteerecommendedthatthe"realisedequity"shouldbeintherangeof5.5-6.5%ofthebalancesheet.Thecentralboarddecidedtomaintainequityatthelowerendofthisspectrum,i.e.at5.5%.andthusanexcesstransferablefundsworthRs52,600crwillbetransferredtotheGovernment.TheactualeconomicRBIcapitalason30thJune,2019,standsat23.3%,wellwithinthe20-24.5%rangerecommendedbytheCommittee.Therefore,theentireyear'snetincomecanbepaidoutasregulardividend.ThusthetotalRBIdividendtransfertothegovernmentforFY20isRs1,76,000cr.Ofthis,Rs28,000crwasalreadypaidoutasinterimdividend.ThebalanceINR1,48,000crwillbetransferredtothegovernment.ThegovernmenthadbudgetedRs90,000crofRBIdividendthisyear.ThisisRs58000crhigherthanexpected.

• Thetenyrgiltbenchmarkclosedthemonthat6.56%,19bpshigherthanpreviousmonth.ThetenyrAAACorporatebondbenchmarkclosedat7.67%,2bpshigherthanpreviousmonth.ThefiveyrAAAcorporatebondbenchmarkclosedat7.36%,18bpslowerascomparedtopreviousmonth.TenyrSDLremainedinarangeof55-65bpsonanaveragetothetenyrgiltbenchmark.

• 1yearCDratesclosedsharplylowerat6.43%,45bpslowerthanpreviousmonth.1yrTbillyieldclosed23bpslowerat5.70%.3monthCDratesclosedat5.55,72bpslowerthanpreviousmonth.

• BrentCrudeoilpricesfellfurtherduringthemonthonbackofglobalgrowthworriesandendedthemonthatUSD59.2perbarrelcomparedtoUSD64perbarrelpreviousmonth.WithChinadevaluingtheYuanasaresponsetorisingtradetensions,otheremergingmarketcurrenciesincludingtheINRwerealsoaffected.INRdepreciatedto71.41ascomparedtoRs68.8inpreviousmonth.ForthemonthofAugust,FPIswerenetbuyersinthedebtmarkettothetuneofRs3530cr.India’sJuytradedeficitcameinatUSD13.43bn,lowerthantheUSD15.28bnreportedthepreviousmonth.

• JulyCPIdatareleasecameinat3.15%.WPIforJulycameat1.08%.

• JuneIndustrialproduction(IIP)growthcameat2%comparedto4.6%forpreviousmonth.India’srealGDPdatafortheJune2019qtrcameinat5%,sharplylowerthanestimatesreflectingfurthergrowthslowdown.

• ForthemonthbankslentonanaverageRs1,38,491CratvariousRBIliquidityfacilitiesputtogetherreflectingampleliquidityconditions.
