1) Executive Summary
➢ Oil production on the UK Continental Shelf increased in the latest year for the second time since 2007. Gas output was also up compared with 2015.
➢ Oil production excluding NGLs totalled 44.9 Million Tonnes in 2016, an increase from
44.3 in 2015. Output has risen 20.2% over the last two years.
➢ Nexen tops the list of Oil producers in 2016 with output of 4.86 million Tonnes.
➢ Gas production rose from 46,533 MMCuM in 2015 to 48,329 MMCuM in 2016 an increase of 3.9% with Laggan/Tormore playing a key role in the uplift.
➢ Shell heads up the gas list with 6.797Bn Cubic Metres produced in 2016 including production from the fields acquired through the purchase of BG.
➢ Total’s start-up of Laggan/Tormore helped them produce of 6.266BnCuM in 2016.

➢ Oil production was 44.9 Million Tonnes in 2016. Output will rise substantially in 2017 as
production has been restored at Schiehallion and a number of new fields brought onstream. In recent years DECC (now BEIS), OGA and the OBR forecast output going down. Output will rise steeply in 2017 but BEIS/OGA & the OBR predict it will flatline. DECC predicts it’ll flatline from 2017 onwards. We predict a steep rise from 2017-19.
➢ The above chart shows oil output from the UKCS in every year from 1975 onwards. It shows the effect of current investment on future production by graphing the projected output from fields which are in the process of coming online. Even allowing for natural rates of decline, the increase between 2013 and 2018 will be over 50 percent.
➢ Wood Mackenzie produced a similar projection to the one above. BEIS/OGA shows a flatline in oil output from 2016 to 2019. This seems impossibly negative. The impossibly negative BEIS/OGA projection is the one the OBR use when attacking Scottish Government projections. ➢ The chart below presents an attempt to represent gas production over the same period as oil, from 1975 onwards. The attempt is somewhat fraught since much of the DECC information starts in 1995 (the big green slice) when actual production started much earlier but wasn’t recorded. Reality would be more bell-shaped than what’s here.

➢ Shell’s purchase of BG has moved them top of the gas rankings. Total’s startup of Laggan/Tormore and an increase in output from Elgin/Franklin has placed them second. Centrica has slipped down from top of the heap to number three.
➢ Centrica has stated the Rough Storage facility will be permanently closed. It isn’t clear what steps are being taken by UK plc to fill this gap in security of supply of gas.
➢ The price of Brent Crude averaged $43.73 per barrel in 2016 a fall 16.5%. The Heren Energy gas price fell by 26.6% in 2016 to an average of $4.93 per Million BTUs.
➢ Saudi Arabia and OPEC took steps in 2016 to control production with a view to raising prices. This was a modest success with prices back over $50.00 as this is written in August 2017. OPEC worked with Russia to control output.
➢ The main swing producer remains the USA where efforts to control production are illegal.
When oil hits $50 a culture of “drill baby drill” ensures they make little progress above this.

EnQuest’s Kraken and Kraken North developments are both scheduled to begin production in 2017.
There will be 14 horizontal production wells and 11 water injection wells producing a peak output of
55,000bpd.

Taqa Global developed the Morrone field, expected to produce 3,000 Boepd with first oil due in the
3rd quarter of 2014. Taqa started drilling the Harding Morrone well in 2014, which was suspended
after the conductor was successfully run and cemented. Operations were to recommence summer
2015. If completed then this is reported as part of Harding. No output is shown from Morrone.

BP’s Schiehallion Field West of Shetland will re-start production in 2017. The new KBR-designed
Glen Lyon FPSO is in situ with production capacity for 320,000 b/d of liquids and 220 MMcf/d of gas
and 380,000 b/d of produced water and seawater injection. All the pre-existing wells were suspended
and will all be re-opened for production. In addition 25 new wells (17 producers and 8 water
injectors) will be drilled to significantly increase output.

the production of a Field Development Plan in 2016. The FDP has been submitted in Q2 2017. IOG is

Serica Energy is seeking to develop the Columbus Field. It suffered a major setback when BG
cancelled its plan for a Bridge Linked Platform (BLP) for the neighbouring Lomond Field. The Field
Development Plan for Columbus will now be re-written. It will choose between a well to Lomond or a
well to Shearwater with FDP submission expected in 2nd quarter 2018 and an FID thereafter.

Ithaca is working on the Harrier prospect The program for the Harrier field involves drilling of a
multilateral well into the two reservoir formations on the field, with the well tied back via a 7.5
kilometre pipe to an existing slot on the Stella main drill centre manifold for onward export and
processing of production on the FPF-1 production facility. Harrier field development programme
commenced - development well drilling in progress with start-up of production expected in the second
half of 2018.

Hurricane Energy’s Lancaster Field is one of the most promising West of Shetland developments of
recent years. Hurricane suspended plans to farm out the development when it became clear they could
raise finance themselves through a share placement. Hurricane is one of few emerging firms able to

Chevron’s Rosebank Field was kicked into the long grass due to the very high cost of the
development at a time, prior to the collapse in oil price, when contractors could name their price. It
appears to be reviving with a lower cost plan. Target is still to produce 100,000 barrels per day and to
process 80MM Cuft/day. Exactly when, no-one knows. Rosebank is operated by Chevron North Sea
Limited (40%) with OMV (U.K.) Limited (50%) and DONG E&P (U.K.) Ltd (10%).

Statoil has bought out its UK partners in the Utgard Field which lies across the UK/Norway border in

Apache is developing the Seagull Field in the North Sea. Located in P1621/P1622, an appraisal well
was drilled 78 km south of the Forties complex and confirmed 672 feet of net oil pay over a 1092 foot
column in Triassic-age sands. The well was flow tested with a facility-constrained rate of 8,700 Bpd
and 16 MMcfd with a very low pressure drawdown. Apache has a 35% working interest, Talisman
holds 50% and Japex UK E&P Ltd. has 15%.

Nexen, the biggest oil producer on the UKCS was seeking to develop their Black Horse prospect by
2022. Seismic on the Black Horse extension was inconclusive and plans seem to have slowed. The
2008 appraisal well on Black Horse flowed through a restricted choke at 5,248 barrels per day.

Kepler 43/20b-2 was being developed by Ineos in association with Sterling Resources. Sterling secured an adjoining block in the 26th Offshore Licensing Round. Attempts to commercialise Kepler have failed due to a combination of small, poorly defined, resource volumes and the additional cost of dealing with the high CO2 content. 7) Declining Output and De-commissioning
Until last year Oil Output on the UKCS had been declining since 1999. Gas output also dropped from its peak in the year 2000 until 2013, it increased in 2015 and is again up in 2016. Oil output only rose by 1 percent in 2016 but will take off again with the addition of Schiehallion (Quad 204) in 2017 and Clair Ridge and Mariner in 2018. A report that Scotland was facing a boom in output was met with a storm of protest from the Glasgow-based Centre for Public Policy in the Regions (CPPR) who’s eminence gris John McLaren, a former Labour Party researcher, was quick to damn any such foolish notion: http://newsnetscotland.com/index.php/scottish-economy/7560-cpprs-mclaren-pours-cold-water-on-scottish-economic-recovery-claims http://www.bbc.co.uk/news/uk-scotland-scotland-politics-21936723 The Office of Budget Responsibility (OBR) accepted the Department of Energy and Climate Change (DECC) projections of future oil & gas output. We might sensibly start by looking at recent trends and how these are helping to shape projections of future output.
On the chart above can be seen the pattern of change in annual output over the period from 1980 to 2016. The addition of a trend line helps to give some perspective. Apart from a small blip in 2007 we saw twelve years of declining output. In 2014 the decline slowed dramatically and output rose in 2015. In 2016 there was a small rise, the position for the following years looks likely to show the significant increment in output we have been predicting. DECC show no positive increment in output from the record levels of capital spend seen on the UKCS over the last few years. They are predicting that the decline in underlying output will continue at an increasing rate rather than slowing the anticipated decline. They also appear to suggest that the output from new fields and from major re-developments will be negligible rather than

transformational. It is not clear what underlying basis there is for these assumptions. We’re told basically that “we’ve been right in the past, so trust us, we’ll be right in the future”. For me, what we have to look at is whether the decline in recent years has been part of the long-term natural rate of decline or if the industry has suffered from events which have exaggerated the decline in output. What we can see for oil is that most of the post-peak years have registered a decline in output of between 5% and 10% with three of the last six years showing figures in excess of this. There has been: 2013 Calendar Year The suspension of Schiehallion on its own accounted for almost half of the total reduction in the whole year (45.6%). Clair, Claymore, Magnus, Pierce and Don SW also contributed markedly to the decline in output. 2014 Calendar Year The arrival of Kinnoull & Golden Eagle near the end of the year helped the decline in production fall to the lowest seen since 2007. Production was predicted to rise in 2015 for the first time since 1999. 2015 Calendar Year The prediction that output would be up in 2015 was borne out. Golden Eagle and Kinnoull providing a full year’s output added over 3,000,000 Tonnes in the year. Boosts in output from Balloch and Buzzard also helped as did the Gannets, Pierce and Shearwater. New fields Peregrine, Ythan and Enochdhu also helped output to soar. On the downside, Jasmine saw a big drop in output in 2015. W 2016 Calendar Year The predicted marginal change in 2016 duly arrived. It was up just over 1% on the previous year. A fall in output from Buzzard and Jasmine was more than offset by rises at Golden Eagle, Elgin, Solan Shearwater and Enochdhu. Restoration of output from Schiehallion, the arrival of Kraken in the coming year with Clair Ridge & Mariner in 2018 will paint a very different picture. What has the position with gas output been?

2014 Calendar Year This year has seen a small rise in output for the first time in a number of years. Output from Breagh, Franklin, Juliet and Jasmine helped in a big way to achieve this. 2015 Calendar Year West Franklin, Rhum, Shearwater and Brodgar all added significantly to output in 2015. Jasmine and Morecambe South posted large declines. The gains outstripped the losses. In 2016 we’ll see the arrival of Laggan/Tormore providing a significant boost to gas supply, with Cygnus following in 2017. 2016 Calendar Year Laggan, Tormore and Aviat all made huge contributions to the increase in output seen in 2016. Cygnus will provide further impetus in 2017. Conclusions Boosts in oil output in 2016 from Golden Eagle, Elgin and Solan were nearly offset by declines at Buzzard, Jasmine and Kinnoul. Further progress should be achieved in 2017 Gas output improved in 2016. There will be an increase in output in 2017 from a full year for Laggan & Tormore, and the late arrival of Engie’s Cygnus field. Centrica is to empty the Rough Storage facility prior to shutdown so this will produce in 2017. Rough Storage won’t keep the UK’s lights on in the winter for much longer. If we start off from the 2016 level of oil output and subtract a rate of decline averaging 10% per field over time (much higher than the actual rate excluding shut-downs for planned and unplanned outages in recent years) and we then add the predicted levels of additional output from new fields (factoring in a higher average rate of decline of 15% for these fields) then output in 2018 will be just over 50% higher than it was in 2014 (37,378k Tonnes).

Oil & Gas UK’s 2017 Business Outlook predicts a rise of 23.3% in output between 2014 and 2018. They looked at oil & gas together & gave figures of approx 1.5MM Boepd in 2014 rising to 1.85MM Boepd in 2018 in their “Central Case” scenario. Under their “Worst Case” output would rise from 1.5MM Boepd to 1.75MM Boepd, an increase of 16.67%. To get to this position the decline rate from existing fields has to be much higher than it has been historically. As output from new fields is added between 2016 and 2018 the factor for declining production in existing fields has to climb from 10% to 28.0% by 2018 – the figure of 12,198 shown in the table. This seems very unlikely to me but it reflects the considerable caution shown by Oil & Gas UK in forecasting future output. In comparison to DECC however their prediction remains positively sunny. DECC’s projection from two years ago is shown below. It saw no upturn coming and predicted a much worse decline than it had suggested in 2014. I didn’t agree.

This year we can see that the projection, now from the OGA, shows output rose in 2016. There is a suggestion that we’ll flatline in 2017 and might even do better than flatline in 2018. There is however no suggestion that output will rise by more than a couple of percent in the latter year. Our starting off point is 2,000,000 tonnes higher than predicted 12 months ago. The end point is 33% higher than two years ago. Reality is starting to have an effect.

DECC continues to look for a decline over the next few years oblivious to the fields about to come onstream. The decline in output from existing fields needs to increase from a normal rate of perhaps 10% to as high as 15.6% in 2017 and to over 27.5% in 2018. This isn’t conceivable or possible. In OGA’s final year the opposite is the case. The natural rate of depletion has to fall in 2024 to 5.91% per cent for the OGA decline to be validated, this is far too low a rate. This prediction cannot be based on the projects coming into production over the next few years. It is not possible that all these fields can start producing and for oil output not to increase.

Predictions for oil are easily found on company websites and from industry sources. For gas the picture is much less clear. Many new fields give no figure for likely gas production. An accurate forecast therefore isn’t really possible for gas from public information sources. An attempt is made above to put what information there is into a table. I’d expect a rise in 2017 due to Cygnus and Tormore ramping up. Centrica’s output at Rough Storage is impossible to predict. Overall Conclusions Let’s look at the positives first. A full year’s output from Aviat, Cygnus and Tormore and will give a significant boost to gas output. Schiehallion, Kraken, Catcher and Western Isles will lift oil production in 2017. We should see 2017 being much better for output, profits and cash flows than 2016. On the downside, Clair Ridge and Mariner both saw their start date slip into 2018. The decline of Rough Storage appears less significant now Cygnus is online and both Laggan and Tormore reaching their production ceiling. The threat to gas and electricity supplies in a harsh winter is reducing. The following year 2018 will see a significant increase in output from a full year’s output at Schiehallion, Kraken, Catcher and Western Isles if we avoid unplanned outages. The arrival of Clair Ridge and Mariner will further boost production and give a much-needed fillip to corporate cash flows which have been under strain since the oil price crash. In terms of the market, prices recovered somewhat in 2017 but remain well below the boom times of recent years. The reasons for this are many but I’ll highlight a few: Firstly, the massive rightward shift in the supply curve as a result of fracking and enhanced oil recovery started to be offset by increasing demand in 2017. The recent pattern of high investment has given way to conserving cash. Secondly, outside of America the “drill baby drill” culture of recent years where each time Brent hit $50 production increased and the price fell back again has started to wane. Russia and Saudi Arabia have seen that by working together they can have an effect on the market price mechanism. Expect to see more of this in 2018. Rising demand and constrained output should lead to a higher price. Thirdly, we expect to see increased volumes of American Oil & Gas appearing on global markets where prices are higher. Low domestic fuel prices gives America and its manufacturers a comparative advantage at the expense of oil company profits. Exports may change this in part.

Turnover has fallen significantly due primarily to the fall in the oil price over the last two years. Output rose in 2015 as we predicted but a recovery in price will be needed before these developments start to feed through to an improved out-turn for the Chancellor. The decline in turnover and profitability has led firms to shed staff and to cut wages in an effort to control costs. This initially increases losses and will only show up in profits further down the line. For the individuals involved, the losses are immediate and devastating. Many staff are re-training for a life outside the oil industry. In a double-whammy Westminster chose to cut spending on renewables just when the oil industry was on its knees. Staff consequently had no opportunity to switch to the renewables sector which would have helped minimise the damage to oil-dependent economies. Oil prices in 2016 had an average lower than in 2015. The damage continued. Prices have recovered somewhat in 2017.

Tax rebates in 2015 were slightly lower than in 2014 as we predicted last year. Rebates claimed by firms exceeding receipts for the second time in a row. The nation is still paying the oil industry to take the oil away. This year demands for still further “cuts” in the taxes which aren’t being paid morphed into demands for relief on decommissioning burdens. Additional relief for decommissioning will be given from April 2018. Businesses were driven into losses by the fall in oil prices. Assets were written down by a steep percentage & businesses suffered a paper loss when this happened. The Corporation Tax return then turned a paper loss into a cash receipt by allowing the oil company to reclaim a share of the loss of value written off from CT previously paid to HM Treasury. Values are now rising again but the reverse won’t happen. Tax isn’t paid as the gain sits in a Revaluation Reserve in the Balance Sheet & doesn’t hit the P&L. As predicted, 2014 proved to be the peak year for write-offs and refunds. By 2017 tax will be paid again.

This final section was added last year to look at corporate indebtedness and how it has changed over the last 12 months. The oil price collapsed at a time when many firms were heavily indebted and engaged on major projects. This year firms have managed to reduce their debts by over £10Bn as projects reach maturity and begin to generate cash. This trend will continue in the near future with re-investment constrained by low oil prices and a desire on the part of many firms to be less reliant on borrowings in future. As they found, a banker is someone who lends you an umbrella on a sunny day and asks for it back the minute it starts raining.

He is a Member of the Energy Institute, a Member of the British Institute of Energy Economics and a Member of the International Association for Energy Economics. Derek has worked for a number of firms in the Service Sector of the North Sea including ABB Vetco Gray and NL Shaffer and was Chief Accountant and Office Manager with JP Kenny Caledonia Ltd during the construction of the SAGE pipeline in the North Sea for Mobil. Subsequently he lectured in Economics and Accounting at Inverness College UHI and traded fuel with Highland Harbours supplying British, French, Spanish and Faroese boats at West Coast ports. Derek held an International Trade role with Aberdeen City Council and was Finance Director and investor in ITP Solutions Ltd from 2010 to 2015. Following a spell caring for his father who was terminally ill with Pancreatic Cancer Derek stood for election to Highland Council in May 2017. After 22 years and five attempts he was successful. He sits as a member of the SNP Group on the Corporate Resources Committee and the Audit and Scrutiny Committee. He’s been appointed to the Pension Committee and the Investment Sub-Committee. He sits on the Board of Highland Opportunity Investments Limited and the Inner Moray Firth LEADER Board. Derek undertakes research into Oil and Gas, Renewables and the Electricity Industry. In his spare time he’s a Director of Tain Heritage Trust and Treasurer of Tain & District Museum.
