Investing for Growth & Stability Part II: Class 4 in Up and Down Markets

Most of us need to invest in order to build wealth, but our fears of substantial losses can really hold us back. Losses are painful. In fact, studies find that people feel the pain of loss twice as much as the satisfaction from gains. Investors know that there’s no way to avoid all losses, but there are ways to manage them.

In the March issue, we shared one way to invest for growth and stability, and that’s by Upgrading Class 4 funds. Most Class 4 funds invest in stocks for growth and bonds to buffer stock market declines. There’s a lot to like about Class 4: You can own a balanced portfolio with just five funds, and, as we showed last month, when you Upgrade these funds, your allocation to stocks and bonds changes in response to changing markets. Over the last 10 years, you were led to own funds that have more exposure to stocks when stocks were doing well, and you owned funds with less exposure to stocks in down markets.

Another benefit to Upgrading with Class 4 is perfor-mance. Since we added the Class 4 StarBox in 1986, it has returned almost the same as the S&P 500, and with far less volatility (especially in bear markets). The Class 4 StarBox was up 10.2% annualized, according to Mark Hulbert and The Hulbert Financial Digest, while the market gained 10.0%. What to Expect from Class 4

While the Class 4 StarBox and the market ended up at about the same place over the long run, they took two very different paths. Class 4 usually did better during market declines (as you might expect given that these funds aren’t fully invested in stocks), and the all-stock S&P 500 index typically did better in market advances.

The past decade is a current example. Over this 10-year period, Class 4 returned almost as much as the market, gain-ing 6.1% compared to 6.9% for the S&P 500. Class 4 was much less volatile than the market, meaning less upside in exchange for less downside and a faster recovery.

Momentum-based strategies like Upgrading lead us to make regular changes to our portfolios, but higher turn-over doesn’t necessarily mean higher taxes. We hold funds as long as they continue to do well, so our biggest gains tend to be long term. Funds that we hold for less than a year typically have smaller gains or even losses, and losses can be used to offset other taxable gains.

This month’s trades are one example. We’re selling PEY, which we bought in March 2016, and realizing a long-term gain of 26%. We’re also selling two funds that we bought in December 2016: Class 1 iShares Transportation (IYT) is up 0.6% since we bought it, and Class 2 Hodges (HDPMX) has a small loss of -0.4%.

on the subsequent tremendous bull market. Class 4 inves-tors lost far less than the market during the decline, so they may have been able to stay invested and participate in the market’s powerful recovery.

Class 4 also recovered from its losses quicker than the market: the Class 4 StarBox got back to its peak levels around March 2010, while the market didn’t recover until early 2012. But the market continued to rally strongly, and Class 4 didn’t fully participate. From February 2009 through December 2016, the market gained an impressive 258%, while Class 4 was up 114%. On a calendar-year basis, the Class 4 StarBox lagged the S&P 500 in the past eight calendar years, and in two of those years—2011 and 2015—Class 4 had negative returns, while the market was slightly positive. Is Class 4 Right for You?

The past 10 years show the trade-offs of Class 4 investing. Over the long run, it’s done nearly as well as the market, and it’s avoided the market’s substantial losses, and that could really give you peace of mind. On the other hand, Class 4 lagged the market in many years, which can be challenging. It can be frustrating to stay invested in balanced funds when fully invested stock funds are bringing in stronger returns.

Balanced funds could help you stay invested long term, however. The annual DALBAR study has found that inves-tors who own balanced or “asset allocation” funds have stayed invested longer than those who owned solely stock or bond funds. Why? Balanced funds help investors avoid selling their investments in a panic or trying to time the market—two behaviors that have been shown to lower returns over time.

When you own balanced funds, your results include the impact of both stocks and bonds, so you’ll rarely see the kind of losses in your account that you’d see from a fully invested stock fund. Balanced funds can also help you own bonds even when interest rates rise because the impact of rising rates on bonds may be offset by a fund’s stock positions.

Following the Class 4 StarBox can really simplify your investing, and when your investments are easier to manage, you’re more likely to actually do it. “This is going to save me so much time,” an investor told us after reading our March article on Class 4. Class 4 also has the hidden benefit of adjusting your allocation to stocks and bonds over time, so you’ll have the opportunity to be better positioned for growth in up markets, and you could be more defensively positioned during prolonged downturns.

Here’s one way to decide if Class 4 is right for you: Think about what prevents you from reaching your invest-ment goals. If it’s fear of major losses, a lack of time to devote to your investments, or a history of moving in and out of the stock market at inopportune times, Class 4 may be able to help you move forward and get ahead.

Star BoxesHow Fund Investing Has Changed

This month marks the 41st year of NoLoad FundX, and our history is the history of so many investors. We didn’t know it at the time, but 1976 was the beginning of a revolu-tion in fund investing. In the coming years, millions of people would take control of their finances; new brokerages would allow investors to trade noload funds; and thousands of mutual funds and eventually ETFs would give investors more choices than ever before.

These changes have had a lasting impact on how we invest and what kinds of investments we use today. It created a new generation of fund investors, and NoLoad FundX has evolved over the years to better meet their needs.

Here are three important ways that fund investing has changed for the better:1. Noload funds allow investors take charge of their investments

Few investors managed their own accounts in the 1970s. Most people relied on brokers who sold them load funds. Brokers got a sales commission of up to 8.5% and their commission (or “load”) came right out of your investment. Longtime investors may remember that brokers even came to your house to sell you load funds.

Load funds were not only expensive but they also limited your ability to trade funds. If you sold a fund, you’d likely have to pay another steep load to buy another. Noload funds allowed you to actively change your portfolio and take charge of your investments. However, in the 1970s there were only a handful of noloads to choose from and information on these finds was hard to find.

For many years, NoLoad FundX was one of the only plac-es you could get performance data on noloads, and this infor-mation became increasingly valuable as more people began investing in funds. In 1980, just about 5% of U.S. households owned funds; by 2015, that had grown to 43%. 2. Discount brokers made it easy to trade noloads

Discount brokers were another game changer. Trading funds directly with individual fund companies was time consuming. To buy a fund, you had to request an application and then mail it in to the fund company. To sell a fund, you mailed in a redemption request, often with a required signa-ture guarantee from a bank. Changing your portfolio could take weeks—longer if the paperwork wasn’t all in order.

Discount brokers like Jack White (now part of TD Ameritrade), Charles Schwab and Fidelity created what were called “mutual fund marketplaces” where you could invest in funds from many different fund companies. Schwab initially used NoLoad FundX data to create its noload marketplace.

Brokers made it easier to keep track of your investments since your accounts were all in one place. There was far less paperwork, and you could call in a trade during market hours

and your trade was placed that same day. Eventually, brokers introduced no-transaction-fee (NTF) funds, which allowed investors to trade funds for free. As brokers make it easier to trade funds, it became increasingly important for investors to have a strategy like Upgrading to help them decide which funds to buy now and when to move on to other funds. 3. ETFs created new trading opportunities

Trading funds became even faster with the introduction of the first exchange-traded fund, SPDR S&P 500 Trust (SPY), in 1993. With ETFs, you could trade funds through-out the day like stocks, and you weren’t held to a minimum holding period. Some fund investors thought ETFs were just a fad, but we were early adopters. We added ETFs to NoLoad FundX in 2001, and we’ve used them in our portfolios for years now. While some strategies focus only on ETFs, we rank ETFs alongside noload funds, so you’re led to invest in ETFs when they are doing well and in actively managed funds when they are outperforming.What’s Stayed the Same

Although most investors today own noload and exchange-traded funds rather than load funds, and they have more information at their fingertips than ever before, one thing hasn’t changed: investors continue to need clear investment guidance that helps them focus on the information that really matters and know what action to take in their portfolios.

Our approach to fund investing has also stayed the same. While NoLoad FundX looks a little different today, the core of the newsletter—from the risk classes to the four perfor-mance periods we track—is almost exactly the same as it was in first issue we published all those many years ago.

How to Select Bond Funds

Bond Fund Listings

Bond funds are grouped by duration (short-term, intermediate-term, etc.) and by credit quality (high-yield, government, etc.) so you can quickly find funds and make more accurate, apples-to-apples comparisons.

Building A Bond Fund PortfolioThe Monthly Flexible Income Portfolio (MFIP) on page 3 offers explicit guid-ance on which bond funds to invest in now – and when to shift to different funds.

The MFIP closely resembles how we manage fixed income portfolios for our managed client accounts, as well the fixed income mutual fund we manage. More information on getting started with the MFIP is available in the User’s Guide to NoLoad FundX.
