Half our readers will probablyopen this month’s GWI andflick over pages 8, 9 and 10

saying, “Oh no, not more ondesalination”. The other half – who

have some direct interest in the sector – will probably find ourcoverage essential reading. If you are in that first half ofreaders, don’t skip the preview of our report, DesalinationMarkets 2005-2015. It has got an important message foreveryone involved in the water sector, the world over.

The message is that the marginal cost of producing potablewater is rising at an accelerating pace. In some parts of theworld this, together with the greater price competitiveness ofdesalination, creates the conditions for explosive growth of thedesalination sector. But for everywhere in the world, highermarginal costs of water production mean more investment inproduction.

This investment is non-negotiable. It is the same formunicipally controlled utilities and privately run utilities; forsocialist countries and capitalist countries. It has been put offin the past, but it cannot be deferred any longer. All countriesare going to have to spend a greater proportion of their GDPon water infrastructure in the future than they have in thepast.

This is the underlying trend against which theretrenchment of the private water sector should be set. Politicshas swung against private water as the global economic slowdown has put the emphasis on low tariffs and saving jobs.However, as the need for investment becomes unavoidable,the only way to hold tariffs down is by increasing efficiency.That is the opportunity for the private sector.

The foot in the door is the BOOT model for new waterproduction facilities. It guarantees the best price for the utility,it doesn’t threaten existing jobs and it doesn’t involve directcontact with the end user. In times of stretched publicfinances, it has the advantage of being off-balance sheet.

We are seeing explosive growth in the water BOOT sectorright across the world, with local currency financing modelsopening up emerging markets such as India (see p16), Mexico(see p19), and China.

The emergence of a secondary market for BOOTinvestments (see p15) is also spurring the project financesector ahead, as it enables developers to recycle theirinvestment into new projects.

In time, the foot in the door will provide the way in toparticipation in the rest of the water distribution system as therising tariffs required to fund a BOOT scheme lead to greateremphasis on operational efficiency.

After three years of bad news from the water sector, thingsare looking up. As if to underline the new sense of optimismabout the sector, Nomura in Japan has just closed a E180million specialist water investment fund. The Nomura Global

Water Fund will be a mirror fund of Pictet’s Global WaterFund, managed by Pictet’s Swiss team. We wish it well.

Levantine financeAlgerian risks are a specialists taste.

It must be galling for Lebanon’s EBD Group, Black & Veatch,Severn Trent Services and CAT to have an Algerian publicbody question the colour of their money (see story p17). “Wewere not happy with the fragile [financial] composition of theEBD grouping”, commented AEC project manager BadisDerradji, rejecting the consortium’s bid for the Skikdadesalination project. “It is possible [for a developer] tooutsource the project’s EPC and O&M functions but not theresponsibility for providing equity”, he added. While Derradjimay not have liked the sound of the consortium’s unnamedLebanese investors, his sentiment is becoming outdated.Technical expertise and the stomach for exotic political andcurrency risk do not come together so much these days.

And they don’t have to. Perhaps AEC should take a look atthe structure the IL&FS has used for local currency financingsin India (see story p16), where the SPV project company isestablished first, the EPC and O&M contracts are tenderedand then money is raised into the company every which way. Itmight be a more realistic approach than expecting technicalexperts to take risks that don’t suit their balance sheets.

Wish you were here Is it healthy to want to work in Iraq?

In accordance with company policy, British contractor AMEChas been compiling a database of staff who have expressedinterest in working in Iraq (see story p18). The decision to go isentirely voluntary, but according to a company spokesman,there has been a “fairly healthy” response to date.

You don’t have to be crazy to work at AMEC, but it helps.

company was interested in buying backVeolia’s interest in FCC, Acciona increasedits interest in the company to 14%. FCC isSpain’s second largest water company as wellas its second largest construction company.Acciona is the fourth largest constructioncompany.

It will be a complex takeover battle.Veolia owns a 49% interest in B-1998, whichin turn owns 52.5% of FCC. The remaining51% of B-1988 is owned by Klopowitz.

The original link-up with Veolia in 1998was motivated by FCC’s need to strengthenits water and waste operations as part of astrategy of diversifying out of its core cyclicalconstruction business. Spain’s largestconstruction group ACS has expressedinterest in taking half of Endesa’s 11.6%interest in Agbar, Spain's largest watercompany.

Outside Spain, Agbar has been locked innegotiations to salvage its Latin Americaninterests. The good news is that AguasGuariroba (AG), the Brazilian watercompany in which Agbar has a leading stake,has resumed its operating concession in thecity of Campo Grande, state capital of MatoGrosso do Sul.

The concession was suspended in mid-December after the company failed to meetinvestment benchmarks for 2003. AguasGuariroba has now agreed to paycompensation of R$7.062 million (US$2.5million) to the state regulatory body forirregular expenditure, meet investmentbenchmarks for 2003 and 2004 (R$17.4million), restructure its board and it willhenceforth be continually overseen by aneconomic control committee (‘ConselhoFiscal’).

Manuel Navarro, an Agbar representativesaid these rulings made by the mayor “willimprove how the company operated”. Duringthe three-month intervention period,concession services and investment projectsproceeded without interruption. There is noprogress to report on Agbar’s other LatinAmerican headache – its interest in AguasArgentinas.

Suez Environnement, which owns acontrolling interest in Agbar, has been lying

low in the international water market formuch of this year. With the continuinguncertainty over Aguas Argentinas (in whichit had invested alongside Agbar), the loss of itsPuerto Rico contract as well as the departureof its chief executive, the company has not hada strong appetite for acquisitions.

Last month, its US subsidy, UnitedWater, announced one of its biggest deals ofthe year: the Terra Grande Water System inBoise Idaho. Serving 117 households, the dealcost $47,000.

AMERICAN WRANGLING

The Terra Grande deal won’t do much tomake up for the potential loss of its $8 million a year Jersey City contract. It is one of United’s poster deals, allegedlydelivering the city savings of $30 million in its first two and a half years, since it was signed in 1996. The relationship is now fallingapart.

The Municipal Utilities Authority hasserved a notice of unsatisfactory performanceon United, citing two main grievances. The first grievance is that billing revenues in2003 were $2 million below 2002, despite an8.8% increase in the water rates and anincrease in the water being drawn by United (United continues to receive a $1.2million-$1.7 million “billing collectionincentive”).

The second grievance is that Unitedprovided erroneous information about water withdrawals to the New JerseyDepartment of EnvironmentalProtection, which led to the departmentwithdrawing water extension permits fromthe city for two months, bringing newdevelopment to a halt.

United is disputing the charges, but it isstill pushing the city to change the status ofseven million gallons United draws from thecity’s reservoir to supply to its customersoutside Jersey City so that it is supplied on aguaranteed basis rather than surplus basis.The contract runs until 2008, but Unitedwants an extension. It looks set to be a bitterfight.

Suez’s compatriot, Veolia, is also wranglingwith its US contract operations customers.The City of Angleton in Texas removedVeolia from a small wastewater and streetmaintenance contract, and wants to go tocourt to get some of its money back. “We justfeel like this situation is extremelyunfortunate”, Christie Kaluza, a US Filterspokeswoman told the local paper. “We feelwe have maintained a stellar record inAngleton”.

CHINESE DEALS

China’s water sector has been brought intofocus after the country’s 2003 GDP figureswere released. With year-on-year growth of9.1% reported, economists are concernedthat shortages of basic resources – water inparticular – could cause an inflationary blow-out.

The pace of investment in China’s watersector continues. Shanghai IndustrialHoldings reported that it had won two of the BOT tenders it was bidding for at its full year results conference. The watertreatment plant contracts in Nanjing andWuxi are part of the company’s $240 millioninvestment programme earmarked forspending in 2004.

Thames’ negotiations to take an interest inone of Shanghai’s four water companies,Shanghai Waterworks Shibei Co, arecontinuing despite the company’s ongoingreassessment of its international strategy. Alocal magazine reported that the two sideshad yet to agree the size of Thames’investment and the share of the equity itwould be allocated.

EUROPEAN RESTRUCTURING

Elsewhere within Thames, the company’soffices in Paris, Milan and Rome have beenclosed, as the company focuses on its US,UK, German and East European operations.Observers of the restructuring have raisedthe question of Pridesa, the Spanishdesalination specialist, and its sister companyOndagua.

Thames bought a 75% interest in the twocompanies from Iberdrola for E94.5 millionin 2002. Iberdrola can exercise a put optionto sell the remaining 25% at the end of thisyear.

Will Thames want to put more moneyinto a business that might no longer fit itsinternational strategy well?

The Spanish water sector continues toshimmer with uncertainty. After EstherKlopowitz indicated that her family

More worrying from a strategic point of viewwas Veolia’s failure to secure an interest inGermany’s Gelsenwasser. The company,which is owned by the municipalities ofDortmund and Bochum, was looking for astrategic partner to back its expansion. It hasdecided to go with two communally ownedassociations rather than Veolia (see storyp14).

The news comes after it was revealed thatDresden didn’t even consider Veolia’s offerbefore selecting Gelsenwasser as minoritystakeholder in its wastewater business lastyear.

All three European majors, Suez, Veolia andRWE/Thames, have made Germany andeastern Europe a key part of their Europeanstrategy. It looks as if German communallyowned water companies will be putting upstiff competition. It is a compelling model inthe German market because of the robustlevel of tariffs and the tax breaks. It has alsobeen given a boost by the EuropeanParliament this month, with a vote to ensurethat water services are not included in theInternal Market (see p13).

GOOD DEALS

On the positive side, Veolia did report a $123million 20-year DBO deal in the US VirginIslands for two 15,000m3/d wastewatertreatment plants.

Elsewhere in the Caribbean, bids wereopened in the tender for the Blue Hills22,500m3/d BOO desalination plant in theBahamas. Consolidated Water is in poleposition (see Tracker). Cayman-basedConsolidated has had a good year, withrevenues up 57% to $19 million, and netincome up 64% to a record $4.2 million inthe 12 months to end December 2003,mainly as a result of acquisitions.

The Blue Hills project in the Bahamas is oneof the few to have kept to its timetable inApril. GWI’s Tracker (starts p22) reportstimetables being put back in Tuscany,Romania, Australia, and Peru. SaudiArabia’s Shoaiba project has also goneominously quiet.

On the plus side, the Disi-Ammanconveyor project in Jordan has beenawarded to the Black & Veatch/Saudi Ogerconsortium. The question now is whether theprice is right. The project could yet bescrapped because the cost of water is still toohigh.

INVESTMENT REQUIREMENT

Paying more for water is going to be a fact oflife in the Arab world over the next twodecades. Ninety percent of Arab countries willbe threatened by water shortage by 2025,according to Egyptian Minister ofIrrigation and Water ResourcesMahmoud Abu Zed. Announcing theestablishment of the Arab Council for Water,Zed stressed the necessity of combining allefforts of the Arab countries to carry out aunified strategy to find solutions to theproblem of water scarcity. He pointed out thatthe crisis “required management of theavailable water resources in the Arab countriesand using modern irrigation programmes andtechnology for solving this problem”.

More detail on the mismatch between supplyand demand for water around the world isgiven in GWI’s report Desalination Markets:2005 – 2015, published this month. Asummary of its findings is on pages 8 and 9.The report forecasts nearly $100 million ofexpenditure on desalination over the nextdecade. That figure is dwarfed by the amountthat needs to be spent on wastewater inEurope over the same period.

Italy’s water and wastewater infrastructurerequires investment in the region of E53billion within the next 25 years, according tothe chairman of a parliamentary committee incharge of monitoring water services. Speakingat a conference in Padua, Gilberto Muraropointed out that tariffs may have to increaseby an average 50%, with peaks of 100%, tohelp pay for the necessary investment. Only84% of Italian households are connected tosewage networks, and up to 30% of thecountry’s territory is not covered bywastewater treatment services (see story p11).Andrea Lolli of the municipal utilitiesassociation Federgasacqua confirmed at thesame conference that no serious water servicespolicy in Italy could develop unless significanttariff increases took place. “No real investmentcan take place unless investors know when andhow they can expect a return on their capital”.

THE UK SCENE

In Britain, the government warned of“significant real price rises” to enable watercompanies to meet their quality targets. Thebattle in government between those wantingmore spending to protect the environment andthose wanting lower bills raged on a little longerthan the regulator, Philip Fletcher of Ofwat,had wanted. He has had to put the timetablefor the price review back one month so that the

draft price limits will now be issued in August,and the final determinations in December.

The publicly quoted English water companiescame to the end of their financial year in Marchquietly with AWG promising results in line withexpectations and Severn Trent claiming “agood overall performance” while announcingthat it was looking for a new chairman and chiefexecutive. Northumbrian Water Group hadsome good news from rating agency S&P,which has given its regulated business,Northumbrian Water Limited, an investmentgrade Baa1 rating and stable outlook.

The demerger of South Staffordshire Waterfrom the South Staffordshire Group hasprovided a sparkle of interest in the UKregulated water sector, with some speculationabout possible buyers (see story p14). But thereal action seems to be happening in theScottish PFI sector, where specialist privateequity funds are taking an interest in buyingout the original investors in the wastewaterBOT schemes. The first to sell out is AWG(see p15), but there is a lot more to come.

IONICS RESULTS

Results for 2003 from Ionics showed revenuesup 8.8% to $347m, but the loss from continuingoperations before interest and tax rising from$1.9 million to $39.4 million. $12.7 million ofgoodwill impairment and $7 million ofrestructuring costs partly explained thedivergence of sales and profit. Higher sales,general and admin costs (up $9.7 million) alsoplayed a part as weaker margins at theequipment business group (which saw sales fallby $10.3 million, while cost of sales fell by only$472,000). The fastest growing revenue linewas “Affiliated Companies” – i.e., its BOOproject firms, which saw revenues rise from$12.2 million to $49.7 million. The biggest itemrelated to the sale of capital equipment to itsKuwaiti wastewater joint venture, UtilitiesDevelopment Company WLL. Chief executiveWilliam J McMahon, who has headed the firmsince April 1993, believes he has madesubstantial progress in turning the businessround through the divestment of consumerwater businesses in the US and Europe; theacquisition of Ecolochem; reduction of staffcosts; focusing on repeat revenue streams, and;the restructuring of operations. This last aspectwas completed with the merger of theequipment business group into the UltrapureWater Group to create a Water SystemsDivision headed by Lyman Dickerson,president of Ecolochem. Markets were cheeredby the results, marking Ionics shares up $3.08by close on the day they were released.

Desalination primed for take-off A new market report looks at the outlook for the fastest growing sector of the water industry.

GWI’s Desalination Markets 2005 -2015 report published this monthforecasts a 101% increase in the

installed capacity for desalination around theworld over the next decade, creating a marketworth $95 billion over the period.

The largest market will continue to be theGulf area, where the combination of rapidlygrowing populations, depleted groundwaterresources and the retirement of capacity builtduring the oil boom years of the 1970s andearly 1980s will require a near doubling ofthe total capacity. Growth in the region wouldbe stronger but for concerns about SaudiArabia’s ability to finance its required capacitywithin the timeframe.

The fastest growing market will be theMediterranean Rim, where Algeria, Libya,and Israel are anticipating capacity increasesin excess of 300%. With desalination back onthe political agenda in Spain (see story, p10),the total increase in capacity in theMediterranean region will be 179%.

The report is more negative about theoutlook for seawater desalination in theUnited States. Although there is nearly twomillion cubic metres per day of seawaterdesalination capacity currently on thedrawing board in the US, the report suggeststhat only half of this is likely to becommissioned during the period. Theregulatory process and the financial weaknessof the US water sector are to blame.

China and India are also set to enter thelarge-scale seawater desalination market.Both have large populations in water-stressedregions and political backing for higher watertariffs. The 650,000m3/d additional capacitythese two countries are each expected tobring on line by 2015 could be the start of amassive move into desalination in the longerrun (see p16 for details of new projects in theChennai region of India).

The membrane process, particularlyreverse osmosis, will continue to take marketshare from thermal desalination, with 59% of the total new build capacity beingmembrane-based (compared with around45% at the moment).

This reflects growth of the market outsidethe Gulf region (the traditional heartland ofthe multi stage flash thermal process), as wellas increased use of RO technology tosupplement MSF in the Gulf.

The report is based on original researchby the GWI editorial team and outsidecontributors. It bases its assessments on local

supply and demand data, information abouttariffs, the structure of local industry, projectsin the pipeline and an analysis of thefinancing options.

The fundamental driver of thedesalination industry is rising demand forwater and a fixed or dwindling supplyaccessible at a low cost.

Desal wins out in Spanish electionsThe Ebro water transfer scheme looks dead in the water after the socialist victory in Spain.GWI’s Richard Weydling talks to the new environment minister.

The surprise victory of the socialistparty (PSOE) in Spain’s generalelection last month has major

implications for the water sector, since thePSOE’s declared intention to scrap theprevious administration’s massive north-southwater transfer plan will entail a significantboost for Spain’s already buoyant desalinationmarket.

The E4.2 billion plan to transfer 1.053billion cubic metres annually from the Ebroriver to Spain’s dry but economically dynamicsouth-east was unveiled by the Popular Partygovernment in 2000. It claimed that themassive infrastructure project (whichincluded the construction of 119 new dams)would solve the country’s “water deficit”.

After initial indecision, the then-opposition socialist party aligned itself withcritics both in Spain and the EC whichargued that desalination would provide acheaper and less environmentally damagingalternative solution to the problem.

In their alternative national watermanagement plan published in 2001, thePSOE proposed replacing the water transferto the deficit region with an extra 390 millioncubic metres annually from desalinationwithin a five-year period. This would be ontop of the extra 336 million cubic metres from

four additional desalination plants may beresolved soon. David Waxman, chairman ofthe Water Forum at the ManufacturersAssociation of Israel, predicts that theconstruction of the four plants will “startwithin a few months”.

The Ministry of Finance refuses to be ofassistance to the four consortia, which arecurrently confronted with difficulties tosecure financial guarantees. It will not allowthe project companies to increase the outputof the plants by 50% from 82,200m3/d to123,290m3/d.

A plan to merge the four projects into

desalination (12 new plants) already includedin the existing water plan. If the alternativeplan is implemented, the desalination plant-building programme in the south-east regionalone will more than double.

According to the 2001 plan, theremainder of the perceived deficit would bemade up by improved water saving measuresincluding the reform of Spain’s antiquatedand ineffective system of water regulation,the setting up of publicly-administered waterbanks and the inclusion of treatment anddistribution costs in the price paid for water by farmers “in order to rationalisedemand”.

Currently, irrigated agriculture represents80% of Spain’s water consumption, and only10% of this consumption is considered fullymodernised and efficient.

Speaking to GWI on the day after theelection victory, Cristina Narbona,environment minister-designate, confirmedthat the transfer “has passed away” and thatthe desalination plant building would beboosted as a result.

Questioned about the environmentalimpact of an expanded desalination industry,she indicated that the future governmentplans to invest heavily in renewably-powereddesalination technology which is being

developed in the Canary Islands.Representatives of the PSOE in the Valenciaregion have subsequently suggested that theexisting transfer from the river Tagus to theheavily over-exploited Segura basin could alsobe expanded.

Spain’s desalination sector has notpublicly welcomed the prospect of a majorboost for their market. This is understandablegiven the fact that the majority of the largeplayers in the sector are owned by Spanishconstruction companies which are lickingtheir wounds from the loss of the billion eurocontracts which would have stemmed fromthe transfer plan.

Jose Antonio Medina of the Spanishdesalination association AEDYR told GWI itwas “too early to be able to assess withaccuracy the implications for the desalinationsector of the change of government”.

The reaction from the regionaladministrations and business associations inthe south-east has not been so slow. Migueldel Toro of the Mediterranean Area BusinessAssociation described the desalination optionas “not sufficient by a long way” and JoaquinRocamora of the Employer’s Confederationof Alicante warned that “water from thedesalination plants will price our agricultureand food sector out of the market”. �

two larger ones has come to nothing. The deadlock is a threat to Israel’s

National Desalination Plan, which involvesproducing an additional 863,000m3/d ofdesalinated water a year. Sources at the WaterCommission admit that the NationalDesalination Plan is “somewhat shaky”, notonly because of the delays, “but also due tothe plan, formulated by the government, toshut down several desalination facilities for aperiod of four months during above averagerainfall years”. This will cost the operators$20 million a year.

The consortia that won the tenders tobuild the four plants are Ionics, comprisingCarmel Desalination, Baran and DorChemicals. This enterprise, which recently

set up two small plants, one in KibbutzMa’agan Michael and one in Nitzanim, on theMediterranean coastline, won two bids toestablish two larger plants with the capacityto desalinate 82,200m3/d, one to be built inAshdod and the other in Haifa.

The Via Maris consortium, which won thetender to build the desalination plant inPalmahim, comprises Tahal ConsultingEngineers, Granite Hacarmel, Middle EastTubes, Ocif Investments and Oceana.

The delay in the construction of thePalmahim plant stems from difficulties inobtaining the necessary permits and theproblem of securing financial guarantees, inview of the recent changes in the country’seconomy.

Sources at Via Maris said that they expect to start the construction of thePalmahim plant “in the very near future”, with the aim of producing 41,100m3/d at theend of 2005, and doubling this output in mid-2006. �

Italy: survey exposes wastewater woesSewage treatment in Italy is below par. A large number of plants do not treat wastewater to EU standards andcompliance with a 2005 European Commission deadline remains a distant prospect.

Figures released towards the end of thelast quarter by the National Institute ofStatistics (Istat) show just how far Italy

has to go to achieve compliance with theEuropean Commission’s Urban WastewaterTreatment Directive (UWWTD).

The Istat figures show that 1,053 Italianlocal authorities (comuni), or 13%, stilldischarge wastewater to a receiving watercourse with no form of treatment (see tablebelow). The biggest culprit is Calabria where113 comuni out of 409, or 27.6%, fail to treatwastewater prior to discharge.

Other badly performing regions are Sicilywhere 96 out of 369 comuni, or 26%, do nottreat wastewater prior to discharge and Laziowhere 95 out of 376 comuni, or 25.3%, fail todo so.

On a numbers basis, Lombardy, with 308local authorities failing to provide treatment,is the worst performer, although this figureonly accounts for 20% of the total comuni.

In the positive column, 3,084 comuni, or48% of the total, treat 100% of theirwastewater before it is discharged. Puglia(94.5%), Valle d’Aosta (77%) and Sardinia

(71.9%) are the regions with the highestpercentage of comuni providing completewastewater treatment. Marche (23.8%),Tuscany (24.4%) and Calabria (25.2%) arebottom of the list.

On a regional basis, the north-east of Italyhas the best levels of service. More than 55%of its 1,459 comuni provide total treatment;only 50 comuni, or 3.4%, do not provideservices.

where just 306 out of 999 comuni, or 30.6%,treat all their wastewater and 174, or 17.4%,provide no treatment.

In total, Istat estimates that Italy’s existingWwTPs serve around 64 million populationequivalent (p.e.), compared with an estimateddemand of 111.2 million p.e., comprisingsewage (domestic and commercial) andindustrial waste discharged into the publicsewer system.

Of more interest, however, is servicecoverage by size of comune, says LauraCampanini, who follows water and localpublic services for Milan-based Banca Intesa.

According to the statistics, one Italian citywith more than 500,000 inhabitants (Milan)had no wastewater treatment in 1999. Milanwas subsequently named and shamed by theEuropean Commission during a series ofseminars in 2001.

The city now treats part of its wastewaterfollowing construction of the Nosedo WwTPand will treat all of its domestic sewage bylater this year.

However, further analysis of wastewatertreatment by comuni ranked by populationmakes for grim reading (see table above).

Services are completely absent in 67medium-sized comuni (10,001-80,000population) and 410 small ones (2,001-10,000population).

In addition, four large cities (more than500,000 population) only treat part of theirwastewater, as do 27 cities in the 80,001-500,000 population range, 384 in the 10,001-80,000 category and 1,340 in the 2,001-10,000 bracket.

The UWWTD requires towns and villages

with a population of 2,001-10,000 to haveadequate (secondary) treatment by 31December 2005.

“The situation is critical”, says MsCampanini. “There are more than 2,000 localauthorities which must establish adequatetreatment facilities by improving existingones or starting from scratch. The necessaryinvestment remaining is enormous”.

A European Commission spokespersondeclined to comment on Italy’s situationwhen asked by GWI. “The Commission willinvite member states to make a report [oncompliance with the UWWTD] only after the2005 deadline has expired. We cannotcomment on an individual member statebefore then”.

However, the spokesperson added thatthe Commission’s main concern was still withsome of the EU’s larger cities rather thansmall agglomerations of 2,001-10,000inhabitants. “There are a higher number ofsmaller towns and villages but the big cities

contribute a larger pollution load”, she stated.The Istat survey also lists the total

number of WwTPs in Italy (12,065), of which95% (11,509) are fully operational. A further403 are under construction.

Secondary (biological) treatment plantsserve 58% of the total population equivalent.Tertiary treatment plants, which removenitrates and phosphates, serve 34.6% of thetotal p.e., while plants providing basicprimary treatment serve 7.4%.

“Generally, those areas with a populationover 100,000 observe the law”, notes RenatoDrusiani, general director of Federgasacqua,the trade association for municipally ownedwater and gas utilities. “The larger plantsprovide tertiary treatment but this is notnecessarily the case for smaller ones”.

According to Istat, tertiary treatmentplants are the largest, serving an average27,000 p.e., followed by plants providingsecondary treatment (7,700 p.e.) and primarytreatment plants (778 p.e.). �

ATOs get to grips with Galli LawProgress is being made but recent legislative changes have resulted in more court cases and disputes at the local level.

B y 10 February this year, 40 ItalianATOs (optimal territorial areas) hadassigned integrated water services to

an operator as required by the Galli Law.That figure is still less than half the targetnumber.

On a regional basis, central Italy(Tuscany, Umbria, Marche and Lazio) hasmade the best progress. Out of 19 ATOs, 17had selected a water services operator andthe remaining two were about to makeassignments, according to a Banca Intesaresearch paper.

In southern Italy (Campania, Abruzzo,

Molise, Puglia, Basilicata, Calabria, Sicily andSardinia), only seven ATOs had selected anoperator.

However, Banca Intesa notes that allATOs in the south and the islands hadfinished surveying water infrastructure, andall southern regions, with the exception ofMolise, had approved ATO plans.

In the north (Piedmont, Valle d’Aosta,Liguria, Lombardy, Trentino alto Adige,Veneto, Friuli-Venezia Giulia and Emilia-Romagna), 16 out of 39 ATOs had appointedan operator.

In eight cases, the operator receiving

the assignment had sold a minorityshareholding to a private partner (see GWI,October 2003, pp18-19) following a publiccall for bids.

The most recent cases were the threeTuscan areas of Florence, Siena-Grosseto andPisa. A tendering process for ASA S.p.A,which has received the assignment forTuscany ATO 5, is currently in progress. Bidsfor a 40% share of the company are due on19 April (see Tracker, p22).

are made. Amendments incorporated in the2004 finance law provide local authoritieswith three ways of delegating services:through an open tender; directly to a public-private company but only where the privatepartner is chosen by public tender, or; via in-house contracting (that is, to a companywholly owned by the local authorities, whichcarries out the majority of its activities for thepublic authorities that control it).

To date, only one ATO (Lazio ATO5/Frosinone) has opted for the first route andoffered a 30-year concession directly viapublic tender. The contract was awarded to agroup led by Acea.

Sicily ATO 1 (Palermo) invited bids for a30-year contract to run water and wastewaterservices in the second half of 2003. However,after the bid deadline was pushed back to 4February and then to 15 March, only Veoliasubmitted an offer.

The decision to award the contract viapublic tender has since been challenged bythe municipal operator Amap, which isseeking the assignment itself via the in-housecontracting route.

Sicily is not the only region to haveexperienced problems in awarding contractsfor integrated water services under thefinance law amendments. Another case fromSardinia shows just how tricky the processcan be.

In March, the court of Sassari handedover full ownership of municipal watercompany Siinos back to the local authority,after ruling that shares could only betransferred to a different owner via a publictender, not through a simple financialtransaction.

The case originated in 2003 when Siinos,which was 99% owned by the municipality ofSassari and 1% by a company called Zir, raninto financial difficulties, accumulating lossesin excess of E0.5 million.

While the municipality was completingthe administrative procedures needed tocover the debt, a local privately-ownedcompany, Prolat, deposited the missingamount in Siinos’ coffers and then claimedownership of a significant share in the watercompany.

This move was immediately opposed by the municipality of Sassari in the courts,but an initial interim order in February 2003 gave the green light to Prolat’sacquisition.

The court’s judgement now reverses thesituation and returns Siinos to themunicipality. Sassari’s mayor, Nanni Campus,welcomed the court’s decision and pledgedthat Siinos would swiftly move ahead withdefining its plans to run water andwastewater services for the area. �

MEPs reject waterliberalisation strategy It looks as if the private sector will not be able to rely on the EU to force waterprivatisation across the continent. The decision is welcomed in Germany.

The European Parliament has passed aresolution rejecting the liberalisationof the European water sector, despite

the European Commission’s support for theidea. Internal Markets commissioner FritsBolkestein had proposed opening waterservices to competition in his report onInternal Market Strategy Priorities 2003-2006, arguing that while water itself was apublic good, water services were not andshould be open to competition.

However, MEPs passed a resolution putforward by Scottish Labour MEP Bill Miller,confirming that water is a special good andthat control of water activities should not besubject to internal market rules.

The vote does not kill off liberalisation ofthe European water sector, but it will make itdifficult for the Commission to push aheadwith its plan to include water services in itsinternal markets strategy. It is a blow to theprivate water companies which were hopingto see the EU forcing municipal authorities toopen their water sector to competitive tender.The European Federation of Public ServiceUnions had campaigned vigorously againstliberalisation.

The vote is most relevant in northernEurope, particularly Germany, wheremunicipal water authorities are well fundedand, in the absence of European directives,have little incentive to consider private sectorparticipation. It was welcomed by Germany’sfederal water and gas association (BGW).“The German water industry’s basic positionson water have won the day. Since parliament’sdecision, scenarios propagated from Brusselsfor enforced privatisation or liberalisation ofwater have no further foundation”, says theBGW.

The German position is built on a“modernisation strategy” still beingformulated at the federal economy ministryfollowing a German parliamentary resolutionback in March 2002. A ministry workinggroup with several subgroups is working onaspects that include benchmarkingmechanisms to encourage efficient operationsin the water sector and the need for equalfiscal treatment of public and private firms inthe water and wastewater sectors, said aministry spokesman. He said that generalguidelines for communes on public-private

partnerships were released in mid-March,with more detailed information on, amongstother areas, the water and wastewater sectors,to be released in the autumn.

At grass roots level, the association oftowns and parishes (DStGB) supports privateinitiatives. It forecasts investment of someE75 billion in water and wastewater over thenext 10 years at a time when towns andparishes are confronted with “spectacularfinancial difficulties”. Even so, water andwastewater charges remain stable, says GerdLandsberg, the DStGB’s managing director –at the same time highlighting the growingsignificance of public-private partnerships(PPPs). In individual cases, latent efficienciescan be mobilised that enable projects to bebrought forward, or even allow them to betackled in the first place, he says.

The DStGB warns against ideologicalopposition to privatisation and explicitlysupports PPPs, although conceding that long-term contracts must be drawn up with care.“It is all about combining experience fromthe private economy with public services inthe citizens’ interest”, he says.

Real PPPs are relatively rare, however.Parishes and towns still seem happier to handover their water enterprises to municipalrather than private companies. For instance,in southern Germany, the people of theparish of Tiefenbach recently voted in areferendum to sell their water supply toStadtwerke Passau for about E1 million underguarantee that water prices remain stable forfive years.

Nevertheless, some parishes do haveconfidence in private participation. Aninitiative group in Neukirch is urging formunicipal drinking water activities to beplaced in a separate enterprise so that acompetent private partner can be hired toshoulder technical and commercialmanagement.

But, at the other end of the spectrum, aprotest group in Stuttgart is appealing to localpoliticians to find a way for the city to buyback its water supply pipelines after thesewere sold, along with the electricity and gasnetworks, back in 2002, to energy companyEnBW, which in turn is minority owned(34.5%) by French electricity giantElectricitè de France. �

Veolia Water Deutschland remainsdeterminedly optimistic in the face oftwo major disappointments in

Germany during the past few months. It is now completely out of the running in

the bidding to take a minority stake inGelsenwasser. And it has abandoned legalproceedings after losing a case challengingthe city of Dresden’s choice of Gelsenwasseras minority stakeholder in Dresden’swastewater business last year.

Frustratingly, Veolia’s court defeatconfirms that its battle for the Dresdenwastewater stake was lost due to a proceduralerror – its offer was not even compared withthat of Gelsenwasser’s.

With gritty fortitude, Helmut Lölhöffel,spokesman for Veolia Water Deutschland,says that despite the rebuffs, “we will stay inthe German market and continue to establishourselves further, and we will remain areliable partner for communes and industry”.

After losing out to Gelsenwasser inDresden late last year, all may have beenforgiven if Veolia could have got a foot in thedoor of the company with a 25.1% minoritystake. But Gelsenwasser owners DortmunderStadtwerke (DSW) and Stadtwerke Bochum(WSB) decided in March to “speedilyconclude” negotiations with two communally-owned associations, the wastewaterenterprise Emschergenossenschaft and thewater enterprise Ruhrverband, each to get anequal stake in their holding company for

The size of the stake is not revealed andperhaps depends on another set of ongoingtalks with a group of local municipal utilitiesknown as the Hellweg Group. DSW andWSB await from the Hellweg group “abinding concept that will lead to significantvalue-added in the Gelsenwasser group”.

The “communal solution” chosen by thecommunal shareholders in Gelsenwassermirrors the spirit of the decision taken inDresden. Although Veolia seems to have lostdue to sloppy procedures, if a strong desirefor a private partner had existed in Dresden,a different outcome may have resulted.

In the tender procedure for a 49% stakein the wastewater firm StadtentwässerungDresden, Veolia Water Deutschland’s bid wasnot taken into consideration due to a “formalerror” in which, it seems, 20 pages ofdocumentation were not delivered by thedeadline.

On these grounds, the city of Dresden’sadvisers did not accept the bid andGelsenwasser subsequently won the contest.Veolia appealed to the state of Saxony’sVergabekammer, the supervisory office forsuch deals, but the authority decidedprocedures were correct.

In mid-March, Veolia disputed theVergabekammer decision before the DresdenIntermediate Court of Appeals. It claimedthat the content and not merely the

formalities of its bid should have beenexamined and, at the same time, applied foran injunction to stop completion of theGelsenwasser acquisition before a final courtruling had been handed down. On 31 March,the court turned down this application,whereupon Veolia decided to end its action.

“We respect the court’s decision and havewithdrawn our appeal. We regret that theapproach that won the day was one focusedon formalities rather than on content. Wewish the city of Dresden and Gelsenwasser allthe best in dealing with the tasks that lieahead”, said Lölhöffel.

Meanwhile, Gelsenwasser achieved netprofits of E47.2 million in 2003, up E7.5million on the previous year and will pay adividend of E7.50/share as in 2002. Watersales rose 4.7% to 163.4 million cubic metres,of which 97.9 million cubic metres went topower stations and the steel industry and 65.5million cubic metres to households. “We canand will expand in the water, wastewater andgas markets”, said chairman HartmutGriepentrog, who will leave his post at theend of June.

Underlining the communal orientation ofthe company, he continued: “In the mediumterm there will be additional opportunitiesfor sustainable growth since throughcooperation with our majority stakeholderswe are in a position to use synergy effects thatallow efficiency improvements and generategrowth”.

The company has earmarked E337million for investment at home and abroadover the period to end-2008. �

Demerger puts South Staffs in playThe options for the water-only firm seem to be more leverage or Severn Trent.

The de-merger of the SouthStaffordshire water-only companyfrom its holding group in the first

week of April will make the company atakeover target, some industry executives andanalysts believe.

“In separating it out, I suspect they willput it into play”, said Keith Tozzi, the formerchief executive of another of the small watercompanies, Mid Kent Water.

Neil Beddall, utilities analyst at BarclaysCapital, agreed that South Staffs was a moreinviting prospect as a stand-alone entity. “It’smuch cleaner for a potential acquirer, now

that it has been de-merged”.The South Staffordshire Group drew up

the final plan to separate South Staffs fromthe Homeserve household repair servicesoperation on March 11, and shareholdersapproved the proposal at an EGM on April 5.The water company acquired its separatestockmarket listing the next day.

South Staffs, which supplies drinkingwater to 1.2 million people, mostly in the area to the north of Birmingham, is one ofthe water sector’s leading performers. It has the lowest bills in the industry and isranked second in terms of efficiency by

the regulator Ofwat. The obvious and mostlogical buyer would be Severn Trent, thewater and sewerage company whosefranchise surrounds South Staffs and whichprovides wastewater services for itscustomers.

“I have always though it would make totalsense for Severn Trent to acquire it,” saidBeddall at Barclays Capital. “You could closedown the South Staffs head office in itsentirety”.

Any such move, however, would bringSevern Trent into conflict with Ofwat – whichremains opposed to consolidation in thesector – at the Competition Commission, andthe company is unlikely to risk such aconfrontation before the regulatordetermines the next five-year pricing regimeat the end of this year.

wrath at the moment, I would rather doubt”,observed Tozzi.

That would appear to leave financialbuyers, but some doubt that South Staffs –which refinanced itself with an £85 millionindex linked bond in September 2002 – nowoffers sufficient leverage opportunities forprivate equity firms.

“Some of the value that a private equitybuyer would get out of it has already beenextracted”, said Robert Miller-Bakewell, ananalyst at Merrill Lynch.

However, an increase in the company’sregulated asset value (RAV) to an estimated£165 million in 2005 from the figure of £138million in 2003 would see its gearing dropfrom 69% to 63% – a level that would allow afinancial buyer some latitude.

“There is some room to gear it up somemore”, maintained Tozzi. �

S econdary investment is set to flood into Scottish Water’s nine PFI projectsover the next 18 months, following

the sale of AWG’s one-third holding in the£100 million wastewater scheme that servesthe Dundee, Carnoustie and Arbroath areas.

AWG Project Investments completed thesale of the Catchment Tay stake toHenderson Private Capital’s PFI SecondaryFund for a reported £12 million on March 22.AWG was construction contractor for theproject, having inherited the interest in theCatchment PFI venture with United Utilitiesand International Water when it acquiredMorrison Construction in September 2000.

The Anglian Water parent had previouslyunloaded its holding in PFI venture’s initialHighland project to its two partners in 2002,and it intends to dispose of its stake in thethird Moray scheme in the near future.

“It is our policy not to retain long-termequity investments in projects where we donot have a long-term facilities managementor operations contract”, explained JohnMcFadzean, managing director of AWGProject Investments.

He declined to comment on the priceAWG realised from the Tay sale other than tosay that it “certainly represented a profitrather than a loss”.

year and a half as they progressivelycompleted their first two years of operation –up to which point the contracted parties areobliged to retain their interests.

“I would certainly expect that theconstruction companies in these projectswould not be long-term equity partners”, hesaid. “I would expect to see a bit more activityin the coming financial year than we’ve seento date”.

MJ Gleeson, which has a 41% stake in theSterling Water (Seafield) PFI company, isanother contractor that has indicated it willdispose of its equity holding in the not-too-distant future. Furthermore, it is not only theconstruction companies that are looking tosell.

International Water, the joint venturebetween Bechtel of US and Italy’s Edisonthat acted as project manager for theCatchment consortium, has engaged NMRothschild to advise it on the sale of itsinterests in all three of the group’s projects.

“There is a sale process underway”, SteveDeAtley, chief financial officer at IW,confirmed. He added that Rothschild wasexpecting to receive indicative bids beforethe end of April.

Secondary fundsIt seems likely that financial buyers such asHenderson Fund are likely to snap up mostof the stakes that are offered for sale.

Several such secondary investment fundshave been set up for the purpose within thelast year as large numbers of PFI schemesthroughout the UK – including the ScottishWater projects – approach operationalmaturity.

“It is really only in the last six to eightmonths that they have started to appear”, saidMcFadzean.

DeAtley said he understood that most ofthe interest Rothschild had received for theIW stakes in the Catchment projects hadcome from such secondary financial investors.

Once PFI projects are built and haveestablished an operational track record, theyare attractive investments for such fundsbecause they offer reliable and securerevenue streams.

They should also be able to boost theprofitability of the projects enhanced byrefinancing the bank loans that met their

construction costs with longer-term debt,probably through the capital markets.

Guy Pigache, partner at HendersonPrivate Capital, said the Catchment Tayproject, for example, had had a “very goodoperating history” so far, meeting all thestipulated standards for bathing water andeffluent treatment.

Despite the premium that Hendersonpaid AWG for its stake, Pigache said heexpected to see an impressive yield from theinvestment.

“We are looking to try to produce returnsfor our investors of 15% plus per annum overthe next 10 years”. However, heacknowledged that the final exit price – whenthe fund is wrapped up in 10 years – wouldbe a big contributor to that return.

Performance riskThere is an element of performance risk,because the payments Catchment Tayreceives are partly related to the volume ofwastewater treated.

The region is also expected to experiencea decline in population over the next decade,but this would only affect the projecteconomics if the fall exceeds currentprojections.

Scottish Water has to approve the sale ofany interests in its PFI schemes, and Telfersaid the utility needed to be sure that thechange of ownership would not have anydetrimental impact on the project’s operation.However, he agreed this was unlikely to be anissue with long-term financial investors.

One of the more recently establishedfunds, Star Capital Partners PFI SecondaryFund, said at the beginning of the year that itwas in discussions with seven contractorsregarding acquiring equity stakes with a totalvalue of £100 million.

Despite the interest of funds such as Starand Henderson in the secondary PFI sector,PricewaterhouseCoopers believes that thereis a shortfall in the amount of money availablefor secondary funding, which could be as highas £750 million.

“With the government’s commitment toPFI, the shortfall is likely to increase in thefuture. This shortfall means that there is alack of competition for secondary investmentopportunities in PFI”, reports PWC’s JohnHindleys. �

The team behind the $222 million localcurrency financing of the New TirupurArea Development Corporation’s

(NTADC) water and wastewater projects ispushing ahead with a still more ambitiouspublic-private partnership.

It is currently in the process of appointingengineering consultants for a 300,000m3/dseawater reverse osmosis plant planned bythe state of Tamil Nadu to serve the city ofChennai (formerly Madras).

The project looks set to replace a similarproposal tendered by the ChennaiMetropolitan Water Supply and SewerageBoard (CMWSSB) last year.

That proposal has since run into legaldifficulties (see GWI, February 2004, p22)and the state of Tamil Nadu has backed theNTADC management to push ahead with analternative.

The state has set up the Tamil NaduWater Investment Company Ltd (TWICL), ajoint venture between it and developmentbank Infrastructure Leasing and FinancialServices (IL&FS) to develop a desalinationplant for Chennai.

TWICL is headed by Sameer Vyas, aveteran of the New Tirupur AreaDevelopment Corporation – the companywhich closed the rupee-denominatedfinancing of a water treatment plant,distribution network and related wastewaterinfrastructure last year. The Tirupur deal waslisted in GWI’s Deals of the Year in 2003 (seeGWI, December 2003, p8) and was arrangedby IL&FS.

Vyas admits that the Tirupur deal took along time to complete (eight years), but he isoptimistic that the TWICL deal will happenmuch more quickly.

“We have got the New Tirupur projectunder our belt and the learning curve ininfrastructure projects is very very steep”. Hecites the example of how the first privatesector participation toll road project financedby the IL&FS took seven years to close, whilethe second took 17 months.

“The delay to the New Tirupur projectwas not because of finance. There were otherproblems, starting with the sense of cynicismthat projects cannot happen in India. I thinkthat we can look at this second project with agreater sense of optimism, and I think thatwe know how to go about the business, andhow to get this off the ground.

projects being bankable, but you have to getdown on your hands and knees to make surethat the project is bankable”.

The main challenge in making TWICL abankable project is its reliance on domesticcustomers. Unlike New Tirupur, where the main customers were garmentmanufacturers who were prepared to paymore than $1/m3 for reliable water, TWICL’smain customer will be the CMWSSB, whichwill sell the water on to its domesticcustomers.

CMWSSB has a reputation of being oneof the best run municipal water authorities inIndia. It has one of the lowest levels ofunaccounted for water, and a reputation forbalancing its books.

However, fewer than 10% of itsconnections are metered, and tariffs will haveto rise substantially before CMWSSB is in aposition to buy desalinated water at costprice.

Vyas is undaunted by this obstacle,although his job might be a little easier ifChennai’s largest industrial water customerwasn’t separately tendering for a desalinationplant. Chennai Petroleum (CPCL) is lookingto build a 26,000m3/d (5.8MIGD)desalination plant on a DBOOT basis for itsManali refinery. It is now in the process ofappointing engineering consultants for theprojects.

CPCL has also been operating a pilotultrafiltration plant for recycling wastewaterat its Manali refinery. It has now decided tomove ahead with an 11,400m3/d sewagereclamation plant and is currently in the

process of tendering a design and buildcontract.

It is yet to be seen whether TWICL willbe able to strike a deal with CPCL. In themeantime Vyas has issued a request forproposals from 10 prequalified consultingengineers to advise on the project.

Those responding include CH2M Hill,Fichtner, Halcrow Group, King Engineering,Malcolm Pirnie, Montgomery Watson Harza,Mott MacDonald, Black & Veatch, BoyleEngineering, Camp Dresser & McKeeInternational and Tahal Consultants.

The contract is expected to be awarded atthe beginning of May, and the consultant willwork on a request for proposals document for publication by the end of September.

It is likely that the structure of the projectwill be similar to that used in Tirupur, wherethe New Tirupur Area DevelopmentCorporation acted as the project company,taking responsibility for appointing EPC andO&M contractors as well as raising debt andequity finance.

A credit guarantee from USAID ensuredthat the project company was able to issuedebt to local institutions without a punitiverisk premium.

Chennai’s water problems have beenexacerbated by a three-year drought relatedto the failure of the monsoon and by the over-exploitation of groundwater.

CMWSSB has had to tanker water intothe city. Water usage per head is currentlyaround 60 litres per head per day, comparedwith the Indian national average of between200 and 250 litres per head per day. �

Spaniards claim Skikda desal project

S pain’s Geida consortium has beenselected by the Algerian EnergyCompany (AEC) to implement the 25-

year Skikda seawater desalination BOOproject. The winning consortium comprisesSadyt, Grupo Cobra, Codesa and Befesa(formerly Abensur). The project covers thedesign, construction, financing and operationof a 100,000m3/d RO desalination plant.

The opening of commercial offers for theproject took place on 31 March in Algiers.Geida submitted a low bid of $0.74/m3, whichnarrowly beat an offer of $0.765/m3 proposedby a group of Spain’s Barna Investment andLemna International of the US. A third bidfrom a pairing of Ionics and SNC Lavalin wasoff the pace (see table).

A consortium of Lebanon’s EBD Group,Black & Veatch of the US, the UK’s SevernTrent Services and CAT, also of Lebanon,submitted a technical offer for the project inDecember 2003 (see GWI, January 2004,p14). However, AEC was not satisfied withthe group’s financial position and disqualifiedit from submitting a commercial proposal.

“The most important aspect of thisproject is bringing the finance to the table”,said AEC project manager Badis Derradji.“We were not happy with the fragile[financial] composition of the EBDgrouping”.

Under the BOO structure, the successfulbidder is required to own 70% of a specialpurpose company (SPC) which will managethe project. The remaining 30% will be held

by AEC and Algérienne des Eaux. TheSkikda project’s total costs are $110 million;funds will be provided by a mix of debt andequity in a 70:30 split. This puts the equityportion at $33 million and the winningbidder’s equity commitment at $23 million.

EBD’s financial adviser Middle EastCapital Group (MECG) was proposing toraise the equity from a number ofundisclosed, possibly Lebanese, sources.“Their financing plan was not convincing”,said Derradji. “We were not sure they couldsecure the necessary funds for the project’sequity component.

“It is possible [for a developer] tooutsource the project’s EPC and O&Mfunctions but not the responsibility forproviding equity”, he added.

The Geida consortium will spend the nextmonth establishing the SPC and registering itunder Algerian law. A period of 12 monthshas been allowed for structuring the debtpackage.

Algerian BOOs to date have beenfinanced by export credit agencies rather than

commercial banks. The Black & Veatch/AEC-owned Kahrama consortium is using OPIC,Coface and Proparco funds to finance a314MW and 86,000m3/d power anddesalination plant at Arzew. Another BOOproject at Hamma, which is beingimplemented by Ionics, is also likely to befinanced with ECA funds.

The Skikda project is a notableachievement for Geida consortium memberSadyt. It is the company’s first largedesalination project outside of its nativeSpain; previously it had constructed a smallplant in Jordan in 1998. Civils group Cobrahas been more active internationally, carryingout turnkey projects and BOTs in a numberof different countries, mostly in the energysector. The gas and water segment of itsbusiness reported net sales of E119 million in2002.

Skikda is the first of a group of fourprojects being tendered by AEC. Next on itslist is a 100,000m3/d SWRO plant for theOran region. AEC has identified a site for theplant at Beni-Saf and will invite commercialoffers in May. The same three companies thatsubmitted economic offers for Skikda are inthe running for the Oran project. �

Taweelah experiences small delayBut things should be back on track by June.

ADWEA and the Veolia Water/Mitsuiconsortium are working to a reviseddeadline of mid-June to finalise

project agreements for the Taweelah ROindependent water project (IWP). The twoparties had hoped to sign the agreements thismonth. The target date for financial close hasalso been pushed back from the end of July to30 September.

The delay is due to a number of minormodifications which have been proposed tothe RO plant’s configuration. These must beincorporated into a pilot plant testingschedule before any design changes are

agreed with the project company.ADWEA’s technical adviser Mott

MacDonald has established a test rig todetermine how the RO plant copes withseasonal water conditions in the Persian Gulf(see GWI, October 2003, p12).

The current round of pilot plant testing,which runs until March 2005, is split into fourcycles. The first is based on a series ofreliability tests and is designed to give anearly indication of plant performance. Certaincriteria need to be met before the projectagreements can be signed.

The second cycle is based on a further

three-month test period. Satisfying the termsof this phase is a condition for the project’sfinancial close. Phases three and four will beused to further determine seasonality effectsand to test membrane performance.

Veolia Water and Mitsui are understoodto have lined up four firms as potentialmembrane suppliers for the project. They areHydranautics, Dow and Koch MembraneSystems, all of the US, and Japan’s TorayIndustries.

The project consortium is free to usedifferent membranes during pilot planttesting to help select a preferred supplier.

The $250-300 million project is AbuDhabi’s first IWP. It is also the first majorstandalone SWRO plant in the Gulf and oneof the largest desalination plants in the worldbased on RO technology. �

Iraq awards water/wastewater contracts

The US Department of Defence actingon behalf of the US/UK-led CoalitionProvisional Authority (CPA) awarded

three major construction contracts last monthfor the restoration of Iraq’s waterinfrastructure, although with the worseningsecurity situation, there is likely to be a hiatusbefore the work is carried out.

The contracts have a combined value of$1.7 billion. The design-build contractorsselected for the work are: Washington GroupInternational, Black & Veatch and FluorGroup, all of the US, and the UK’s AMEC.

A separate $28.5 million contract was alsoawarded to a joint team of CH2M Hill andParsons Water for the provision of supportservices to the Public Works & Water SectorProgram Management Office. This reports tothe CPA’s Program Management Office(PMO) which is implementing Iraq’sinfrastructure reconstruction programme (seeorganisation chart).

The Public Works & Water SectorProgram Management Office has a budget ofaround $4.4 billion for expenditure ondesign-build projects in the water sector. Thethree design and construction contracts coverwater resources projects, and water supplyand wastewater projects in the north andsouth of Iraq.

A team of Washington GroupInternational and Black & Veatch will providedesign-build services to repair or constructwater resource systems throughout Iraq. The indefinite delivery/indefinite quantity(ID/IQ) contract covers rivers, dams andwells and is for two years with three one-yearoptions. It is worth $600 million.

A joint venture of AMEC and Fluor willrestore water and wastewater infrastructurein the northern and southern regions of Iraqunder two contracts covering WTPs, waterstorage, distribution, WwTPs, pumpingstations and sewerage networks. Thecombined value of the contracts is $1.1 billion($600 million and $500 million).

GWI understands that water supplyprojects covered by the AMEC/Fluorcontracts will include: large traditional WTPsand small package units such as RO plants;storage infrastructure such as reservoirs andwater towers; distribution systems includingprimary and secondary pipework, networkdistribution, house connections and leakagecontrol systems, and; pumping stationsincluding those on the primary distributionsystems and reservoirs.

include: traditional large capacity treatmentworks using mechanical operation andproducing effluent to acceptable standards;stabilisation ponds using the aeration process;pumping stations for primary mains andpumping effluent for treatment; seweragenetworks consisting of a variety of pipematerials, and; house connections to thesewer network (or septic tanks where nonetwork is available).

“The reconstruction programme in thewater and wastewater sectors will generate amassive amount of work”, said DavidPlowman, technical director of the UK’sHalcrow Group. He expected there would bea large procurement programme for all typesof plant, materials and equipment although alimited supply would be available in Iraq.

“Local Iraqi contractors have thepotential to execute civil works but mightneed to associate with foreign contractors formore specialised services and supplies”, hesaid.

Halcrow Group is sub-consultant to theCH2M Hill/Parsons Water team.

A spokesman for AMEC could notconfirm the exact scope of the work asspecific task orders from the client had yet tobe received. Equipment and services wouldbe procured from a mix of US, internationaland local companies, he said.

On the issue of security, AMEC statedthat it was aware of the “uncertain

environment in Iraq”. In accordance withcompany policy, it was compiling a databaseof staff who had expressed interest in workingin Iraq. The decision was an entirelyvoluntary one, but there had been a “fairlyhealthy” response to date.

DesalinationThe CH2M Hill/Parsons Water contractincludes plans for 14 WTPs with capacitiesestimated to range from 2MGD (7,575m3/d)to 5MGD (18,500m3/d) to be installed overthe next three years. Some of these areexpected to require salinity reduction.

Salinity is a major concern in southernIraq. The salinity in total dissolved solids(TDS) of its two most important surfacewater sources (the Tigris and Euphratesrivers) is between 280mg/l and 600mg/l at theSyrian or Turkish border. However, at Amarathe salinity content of the Tigris is 1,500mg/land at Nasiriyah the salinity content of theEuphrates is 3,000mg/l. The Shatt al-Arab,which is formed by the confluence of theTigris and Euphrates, has a TDS content of3,500mg/l.

Dexia unlocks Mexican debt market

Dexia Local Credit is “moving rightahead” on a $120 million deal for agroup of Mexican municipalities,

Dexia’s David Vetter told GWI last month.The French-based bank will back bondsissued on behalf of several local town halls bya regional bank for improvements in watersupply infrastructure in the federal state ofMexico, outside Mexico City. The deal isslated for completion in the second quarter ofthis year, but may run over into the third,according to Vetter.

The idea is to have all the prospectiveinfrastructure projects tendered at the sametime, taking advantage of economies of scale.But the sheer volume of data, the need to runthrough contractual and analytical detail witheach municipal beneficiary, has causeddelays. “It is a slow process because theMexican bond market is still in relativeinfancy, but the basic demand from themunicipalities is very high”, Vetter said.

So is local investor interest, Vetter claims,and pooling recipients is an effective means

of bringing the two sides together. “Localpension funds and insurers are keen todiversify out of federal bonds, so other bondswith a good credit rating backed by a majorbank will find a response”. Analysts estimatethat Mexican pension funds looking for ahome currently run to about $32 billion.

This deal is a follow-on from Dexia’spioneering loan to a regional trust on behalfof bonds for the Tlalnepantla municipal waterutility last year. That deal, though relativelysmall, broke new ground by negotiatingdirectly with a municipal water body in thelocal currency via a regional bank. This one,to benefit the same Mexican state, is a similarmodel on a much larger scale.

Mexican constitutional law prohibits stateand municipal bodies from borrowing eitherin foreign currency or from foreign banks, soa regional subsidiary or trust provides thenecessary liaison. Vetter thinks the foreigncurrency clause is not really a handicap.“After Argentina, no one can borrow or lendin dollars”, he said. He estimates that about

two billion pesos had been borrowed byMexican municipal governments at the end of2003.

Foreign, specifically US, pension fundinterest in the Mexican market has turnedaround since President Fox took over fromthe old PRI government in 2001. “Beforethat, US institutions would not have feltcomfortable”.

Although laws haven’t changed much andfundamental change is slow, the climate isnow much more sympathetic and investorsfeel more at ease, analysts say. Major US fundmanagers are opening offices in Mexico City.“This is particularly interesting for the waterindustry as federal and state governmentsretreat in favour of the municipalities, whichare left to raise their own capital”, one analystsaid.

Mexico’s 32 state governments presideover almost 3,000 local municipalities.Central government is progressively grantingthem more autonomous control over localutilities. �

São Paulo State Water Company(Sabesp) registered net profits ofUS$306 million (R$886 million) on a

net turnover of US$1.42 billion (R$4.1billion) in 2003, making a strong recoveryfrom a US$225.7 million (R$651 million) losslast year. Turnover was also higher by 9.1%.

Sabesp’s board attributes the company’srecovering fortunes to the rising value of theBrazilian real against the US dollar, which cutforeign debt repayments and water priceincreases since August 29 – 18.75% for mostconsumers and 9% for 1.9 million very lowincome customers. Other factors contributingto Sabesp’s positive results were fallinginflation and increased operationalproductivity.

Its staff numbers stood at 18,546 andattended 566 water and sewage connectionsper employee, a 2.7% improvement on 2002.Sabesp gained 165,000 new water and171,000 new sewage customers during 2003.

Sabesp is Latin America’s largest watercompany and supplies water and sewage

services to 25 million people. It providesservices to 368 of the state’s 645municipalities. In its operating area, 78% ofits clients have piped water supplies and 60%sewage collected. It is responsible for 57,000km of water pipelines and 36,000 km ofsewerage pipelines.

A key event in 2003 was Sabesp taking onthe services for São Bernardo do Campo inDecember in exchange for an unpaid debt ofUS$144 million (R$415 million). This is thefourth largest municipality in São Paulo State,with a population of more than 700,000people. Apart from enlarging Sabesp’scustomer base by 5% in the metropolitanregion, it will dilute costs and also contributeto water quality of the state’s main river, theTietê.

São Bernardo has been sluggish inconnecting its sewage networks to theadjacent ABC WwTP (3.3m3/s capacity)opened by Sabesp in June 1998 to treatsewage in the south of the São PauloMetropolitan Region. Sabesp is expected to

accelerate work on these connections, whichit has long demanded, as they haveprejudiced its US$1.5 billion River Tietêclean-up project initiated in 1991.

Sabesp will also now be able to act moreeffectively in protecting water catchmentareas and São Paulo’s major reservoirs(Billings and Guarapiranga), which arelocated on the southern edge of SãoBernardo. Both reservoirs’ water quality isthreatened by urban encroachment. SãoPaulo City has suffered from lower thanaverage rainfall during the past three yearsand this has made these water sources evenmore precious. Sabesp’s volume of watersupplied fell by 0.8% because of this droughtin 2003.

In May, Sabesp is scheduled to sign aR$300 million soft finance deal with JapanBank for International Cooperation. TheJapanese bank will provide R$160 million andSabesp R$140 million for sewerageinfrastructure and water supplies in theSantos coastal region of São Paulo State.

Sabesp has also formally presenteddetailed proposals requesting federalgovernment credits totalling R$714.2 millionfor 40 new projects. The Ministry for Cities isconsidering the projects and will make itsdecision this month. �

New directions in California

Recently, two small California watercompanies have been attractinginvestors’ interest by their widespread

use of reverse osmosis through groundwaterpurification and in-home filtration. Thesemodest innovations come from two of thebetter-run water companies in the country sotheir ideas bear watching.

When San José Water (SJW) learned thatthe majority of its customers were alreadyfiltering the tap water and buying bottleddrinking water, SJW reasoned it could profitfrom selling and servicing high-end, in-home,water purifiers.

Vice president of Water Quality, ScottYoo, said: “This type of service savescustomers the time and hassle of shoppingaround for alternatives [to San José tap water]and they felt a level of trust with regard to theutility’s ability to service [the RO units] formany years to come”.

SJW created an unregulated companycalled Crystal Choice Water Service andoffered a minority interest to KineticoIncorporated to rent or sell and serviceWaterplant reverse osmosis units for homes.These appliance-sized systems soften thewater and remove chlorine from thecompany’s water piped to the samehomeowners.

Crystal Choice Water turned its firstprofit this year, three years on from its start-up in January 2001.

SJW became comfortable withmicrofiltration after retrofitting its Saratogawater treatment plant with membrane filtersin 1994.

San José was the first regulated watercompany in the US to use microfiltration inroutine water filtration. The membrane filtersfrom US Filter (now Veolia) effectivelyremoved suspended particles – a seriousproblem during the rainy season.

While the turbidity presented no healthproblems, customers were dissatisfied withthe taste and appearance of the water. SanJosé learned how critical appearance andtaste are to its customers and how wellmembrane filters work.

costly water for lawn care, laundry, toilets andso on.

SJW has prospered in recent years,especially in contrast to the tech, dot com andtelecom industries that populate its serviceterritory. It succeeds through tightmanagement control. It has given its investorsa 100% return on their money in the past fiveyears while growing annual revenue at acompounded rate of 7.3%. To do this, SJWhad a return on equity, assets and investedcapital about 45% higher than the industry.

A clue to how SJW achieved these returnsis its $62,000 income per employee. Thiscompares with $24,000 for both CaliforniaWater Services and American States Water,two similar small cap investor-owned waterutilities in California.

SJW has had a strong run-up in shareprice in 2004 – greater than 25%. But thecompany still has among the lowestprice/earnings ratios – about 17 comparedwith 32 for American States Water, 24 for

California Water Service Group and 29 forSouthwest Water. The industry average isclose to 28.

Meanwhile, down the Pacific coast in LosAngeles, Southwest Water is close tocompletion of a five million gallon per day,$25 million, reverse osmosis system in thesouthern coastal city of San Juan Capistrano.The facility will supply approximately half thecity’s water needs, turning brackishgroundwater into highest quality drinkingwater.

Their ECO division will operate the plantfor the Metropolitan Water District ofSouthern California under a 20-year, $20million contract. The company is activelylooking for other sites for small RO facilitiesfor less challenging filtration than seawater.This conservative approach to progressiveconcepts has propelled the hybrid watercompany – 35% regulated water provider,65% contract operator – to the top spot inindustry growth.

Although SJW has done very well for itsinvestors, Southwest Water leads the industryin share price and revenue growth. Since1998, SWWC has grown revenue at 16%compounded yearly. During this time, sharevalue leaped 200%.

The company, based in Los Angeles,earns 65% of its income from its non-regulated services. This compares with about9% for SJW, and less than 5% for CaliforniaWater Services and American States Water.

From a traditional investor-owned utility,SWWC expanded into major contractoperations after acquiring Texas-based ECOResources in 1985. ECO specialised inoperating small municipal utilities’ districtswith short-term contracts that have beenroutinely renewed without the expense ofopen competitive bidding.

This once quiet, family-controlledcompany blossomed after 1995 whenchairman Anton Garnier hired PeterMoerbeek as chief financial officer of SWWCand chief executive officer of ECO.Moerbeek, fresh from a variety of financialleadership positions in energy and high-techcompanies, expanded ECO from a Houstonarea operating company to a multi-servicecontractor in New Mexico, Mississippi andCalifornia.

Through acquisition of OpTech in 2001, afamily-owned contract operator in the oldsouth, SWWC got a foothold in Georgia andAlabama. The company added a substantialportfolio of operating contracts two yearslater with the $10 million purchase ofcontracts from AquaSource, a failed start-upowned by Duquesne Light. Moerbeek valuedthe contracts at $18 million.

AquaSource contracts added to SWWC’sportfolio of projects in the fast-growing andprofitable sunbelt, but it also saddled thecompany with small projects in Colorado,Wyoming and South Dakota. RecentlySWWC won its first Department of Defensecontract to service Fort Dix, New Jersey – along stretch from the Los Angeles homeoffice and their sunbelt businesses.

Management pressures from thesediverse holdings are beginning to show.SWWC’s income per employee is the lowestof the water utility group, only $5,000 peremployee compared with $24,000 forCalifornia Water Services and AmericanStates Water. In fairness to the hybridSWWC, Suez, the multinational owner ofUnited Water, which also owns regulatedutilities and operates non-regulatedoperations, reports $12,000 income peremployee. The flip-side is the company’shigher than average return on equity andinvested capital. Its contract operations sidedoes not own significant assets.

Poseidon Resources’ immediate businessprospects have been pared down to twoprojects in California: a 189,000 m3/ddesalination facility at the Encina Powerplant in Carlsbad and a 189,00 m3/d facilityin Huntington Beach, Orange County (theFreeport project in Texas is less welladvanced).

The Huntington Beach project is inhiatus while an environmental reviewstudies possible damage to aquatic lifefrom the proposed facility. To a greatdegree, the Carlsbad project willdetermine Poseidon’s future. And, theCarlsbad project is looking shaky.

After the San Diego County WaterAuthority suspended negotiations withPoseidon to explore its own desal facility atthe Encina site, Carlsbad started directnegotiations with the company for 95,000 m3/d of desalinated water. NearbyOceanside is interested in 56,000 m3/d andthree water districts are also exploringwater purchase agreements.

None of these water contracts can beconsummated without a subsidy from theMetropolitan Water District. The MWD isprepared to fund $250 per annual acre-foot ($0.20/m3 ), equal to about one-thirdof the water’s cost.

The MWD has only two simpleconditions: 1) the facility’s EnvironmentalImpact Review is approved and 2) the

local water authority – San Diego CountyWater Authority – issues a letterapproving the project.

Poseidon is paying about $500,000 tofund the Environmental Impact Review,including legal advisers and Carlsbad citystaff time. That study should be completeby December 2004.

The San Diego County WaterAuthority, however, informed Carlsbadthat it would not approve the MWDsubsidy until “we determine how to bestmeet the regional need for desalinatedseawater”. The SDCWA also announcedthat it is studying two other projects andthat the city “should consider theeconomics . . . with and without anincentive from Metropolitan [WaterDistrict]”.

The California Coastal Commissionmust also approve the project. TheCoastal Commission, a politically activebody, has expressed concern that a privatecompany would be responsible for waterneeded by the public. It did, however,suggest that if it gives its approval, itwould like a continuing donation equal to5% of the water sales.

The mayor of Carlsbad and the state’sResources Agency are vocal supporters of the project and governor ArnoldSchwarzenegger has encouraged public-private partnering for desalination.

San Diego threatens to block desal cashPoseidon’s private desalination plants are meeting tough opposition from Californian public bodies. Will the governor’s support be enough to win through?

Contract operations is labour intensive;water utilities are capital intensive. In anexpected environment of controlled inflation,rising salary rates and rising interest rates willbe SWWC’s greatest challenge and greateststrength.

Moerbeek, who was recently appointedpresident and CEO of SWWC, acknowledgesthat the company must contain costs andtightly manage the growing service area. Thecompany has girded itself against risinginterest rates by floating two secondaryofferings in one year, netting the companyabout $32 million which is earmarked forfurther acquisitions.

However, finding water companies to buyor operate in the much sought-after marketof high-growth, affluent new communities isan increasingly difficult job. The coastal area

from Florida to San Diego is being combedthrough for likely candidate acquisitions bymost of the aggressive water companies.Moerbeek has turned to a new source ofcontract operations, the US military. Fort Dixwas SWWC’s first military contract and thecompany plans to follow up with more.

Moerbeek expects interest rates to rise.In anticipation, he secured long-term debt atfavourable rates for SWWC’s regulated utilitybusiness and seeks short-term contracts thatcan outpace operating cost increases for itsnon-regulated management businesses.

Southwest Water and San José Water arecompanies quick to see opportunity andexperienced enough to protect theircompanies and their investors through a timethat may not be as favourable to small capwater utilities as the past few years. �

Project status and schedule: The TA contract is split into various phases.The initial phase is due for completion in May and involves the Mott MacDonald-ledteam undertaking a technical, legal, accounting and financial review of the existingwater and wastewater operations. The review will aim to identify potential efficiencysavings and include a draft CAPEX programme. It will also propose a recommendedstructure for the PPP which will be jointly prepared by the Mott MacDonald team andIFC, appointed by the city to act as transaction advisers. Subsequent phases of thecontract will entail procurement of the PPP through an international tender managedby IFC. The target date for the appointment of a partner for the city is September2005.

Belgrade, Serbia

All three contract packages have now been awarded. Brey Utilities commenced work on Package A in December 2003. Nevis Water is the preferred bidder for Package B andC2C the preferred bidder for Package C. Package A is being financed by shareholders’ equity without recourse to a project finance loan. Funding for Packages B & C iscurrently being arranged although both are likely to be financed in a different way. Package C is scheduled to go live in September. Package B will go live in November.

GB, Ministry of Defence (Project Aquatrine)

Purpose of project: Acquire 40% of ASA S.p.A, the operator which receivedthe assignment to provide integrated water services to Tuscany ATO 5. The ATOcovers 33 comuni with a combined population of 356,000. The largest urban areais the city of Livorno with a population of 164,000.

Relevant companies: Four groups have prequalified. They are: 1. Gas Naturalof Spain with Aguas de Barcelona 2. Acea in partnership with Italgas 3. SevernTrent Italia backed by the venture capitalist Roberto Colaninno 4. A group ofGenoa’s AMGA, Acegas of Trieste & Milan’s Metropolitane Milanesi. Deloitte & Touche is advising the authorities in Livorno.

Financing: Likely to be a cash acquisition. ASA’s equity value is only 130m,putting the minimum bid price at 112m.

Worth: CAPEX requirements of around 1350m.

Contract type: Share purchase.

Project status and schedule: Bids for ASA were originally due on 1 March.This was pushed back to 15 March and then 2 April. The new date for offers is now19 April.

Italy (Tuscany coast-Livorno)

Purpose of project: Manage, operate and maintain the water supply andwastewater collection and treatment systems in Constanta and six neighbouringmunicipalities. The population served is around 500,000 and increases in the touristseason to 1.5 million.

Relevant companies: Five groups have prequalified. They are: 1. Cascal 2. Gelsenwasser 3. Veolia with Greece’s Eydap 4. Berlinwasser 5. A consortium ofCanal de Isabel II, Grupo Sacyr and IW Wabag (a VA Tech Wabag subsidiary).

Financing: Private sector financing of 140m-150m. Investments then to befinanced from cash flow.

Worth: The financial model includes a number of investment scenarios ranging from 1101m to over 1600m. Something in the range

of 1250m over the contract term is most likely.

Contract type: 20-year concession.

Project status and schedule: The transaction cannot move forward until theCounty Council of Constanta gives its consent. Council approval will not be granteduntil after local elections at the end of June. This is not as bad as it sounds, as allpolitical parties in Constanta want to go ahead with the concession. A new councilmight decide to reopen the prequalification process and modify the transactionslightly to accommodate different political views. However, while this might delaythe process, it is not expected to derail it completely.

Purpose of project: Provide potable water to the localities of Zalau, Simleu,Silvaniei, Jibou and Cehu Silvaniei in Salaj country (total population 120,000) from asource at Gilau in the neighbouring Cluj county. The main project component is a65-70km pipeline. The contract also covers a water pumping station and associatedequipment.

Relevant companies: The preferred bidder is a consortium led byInfraMan/Amiantit.

Financing: An InfraMan/Amiantit-led company is likely to provide 30% of thetotal investment in the form of equity. The remaining costs will be financed byexternal debt.

Worth: Estimated 125m

Contract type: Proposed 49-year DBOT. The contract would include an off-take agreement with the company which supplies water in each locality and an

abstraction agreement with the water company in Cluj, from where drinking waterwould be transported to Salaj county.

Project status and schedule: The InfraMan/Amiantit consortiumsubmitted letters of intent for the project in March 2003. The tender commission ofSalaj county subsequently accepted the consortium’s offer. A project agreement wassigned at the end of September 2003. At the same time, the county commissioneda feasibility study from the local Consilier Construct Bucharest. The feasibility studywas completed at the end of 2003. The next stage is to finalise the commercialaspects of the project including financing arrangements and the affordability of thetariff. The consortium is in permanent contact with Salaj county and hopes tocomplete negotiations in the first half of 2004.

Algeria (Skikda)

Purpose of project: Supply 100 million m3/year of additional urban water tothe Greater Amman area from the Disi aquifer in southern Jordan, a distance of325km. Work involves financing, design, construction, operation & maintenance ofthe project.

Relevant companies: The Ministry of Water & Irrigation (MWI) has namedits preferred bidder as the consortium of Saudi Oger and Black & Veatch withTekfen/CCC as the EPC contractor.

The deal has two parts. The first part involves areorganisation of the concessionaire under which the sponsors would write-off$134m of their original investment and P1bn of advances. At the same time, a

portion of Maynilad’s debt would be converted to equity (provided its creditorsagree). The second part of the plan involves a draw of $50m on the $120mperformance bond and the restructuring of all remaining Maynilad debt for seven toeight years. The write-off of $134m of equity and P1bn in advances by Benpres andOndeo would eliminate Maynilad’s accumulated losses caused by the depreciation ofthe peso against the dollar. The conversion of some debt to equity would transfermajority ownership to the government and significantly reduce Maynilad’s debt. Thisgives the government a free hand to reconfigure the concession. The majority ofMaynilad’s creditors are thought to have agreed in-principle to the compromise.However, a number of its banks including Citigroup, BNP Paribas and Barclays, arerefusing to sanction the deal on the grounds that it does not provide any security forthe restructured loans.

Purpose of project: O&M of the city’s water and wastewater systems.

Relevant companies: The Sewerage and Water Board of New Orleans(SWBNO) received price proposals from three groups in 3Q 2002. The threewere: MCEC (a group comprised of SWBNO employees), US Filter, and UnitedWater. A group of OMI and Thames Water did not submit an offer. SWBNOrejected all three proposals and abandoned the original deal in October 2002. TheRFP has since been revised but not formally re-issued. Of the original bidders, theemployee group and US Filter are the only two interested parties.

Financing: Tariff revenues and a municipal bond issue. No private financing.

However,individual water contracts can only be consummated with a subsidy from theMetropolitan Water District (MWD). SDCWA has informed the city of Carlsbad thatit would not approve the MWD subsidy until a regional desalination strategy hadbeen determined. The politically active California Coastal Commission also needs toapprove the project.

Canal de Isabel II and Saur have informally expressed interest in the projectthrough local partners in Colombia and Argentina respectively.

Financing: Development agency funds are available in both cases. For Eps Grau,the government has entered into a loan agreement with JBIC for $70m and willcontribute $25m of its own funds. For Emfapa Tumbes, the government has secured

So far, water-use projections by communities along the Brazos riverhave been defined together with areas likely to experience deficits. The next stage isto consider delivery options including a comparison of desalination with otheralternatives. Poseidon has performed source water sampling and preliminary permitscoping at the proposed site with a view to submitting proposals to BRA.

Years ago, my mother told me how thecockroaches would enter thebathroom of our house in Baghdad

through the septic tank. It was one of the fewirritants for expatriate academics under theold monarchy. Subsequent events justifiedtheir decision to leave the country just beforeI was born. It is also evident that war or nowar, adequate water and sewerage servicesremain an exotic concept in Iraq.

Access to potable piped water hasdecreased from 60% in March 2003 to 50%today, while just 9% are connected to thesewerage system. According to the UnitedNations, water and sewerage systems repairand enhancement costs will be $7 billion,including providing “universal” (in otherwords, for those living in urban areas) accessto potable water and 27% of the populationwith sewerage. Three major contracts havebeen signed, along with a series of smallerprojects worth a total of about $3.1 billion.This work is expected to take two to threeyears after the signing of the newconstitution, expected in June.

The first contract was awarded to Bechtel(US) and Parsons (US) and was financed byUSAID in 2003. As part of the IraqInfrastructure Reconstruction - Phase II,Bechtel’s $1,030 million contract coversBaghdad and eight other cities. Bechtel willrepair or upgrade a total of 19 watertreatment facilities and restore 85% of Iraq’stotal sewage treatment capacity. The projectstarted in January and runs to December2005. CH2M Hill (US) & Parsons WaterInfrastructure, Inc. also has a contract toprovide support to the Public Works andWater Sector Program Management Office.

In March, a series of water and sanitationcontracts were announced, financed by the$18.6 billion appropriated by Congress torebuild Iraq’s infrastructure. A joint venturebetween Washington International Inc (US,90%) and Black & Veatch (US, 10%) wasawarded a contract with a ceiling of $600million to rebuild the water sector.

FluorAMEC (Fluor of the US, 51% andAMEC of the UK, 49%) gained a $1.1 billioncontract to rehabilitate water systems andbuild new treatment and distribution plants.The contract also involves seweragerehabilitation and constructing solid wastemanagement systems in the north and southof Iraq. Secondary contracts worth up to a

further $400 million were also signed. In addition, Japan has committed $55

million for 30 small-scale water treatmentworks in the Baghdad area and water andsewerage projects are expected to featureprominently in its $3.5 billion loan package.

In 2000, 77% of Iraqis lived in urbanareas and 2002 data points to 22.5 millionpeople in Iraq. The only reliable waterservices assessment was carried out in 1996.

Access in these cases means publicstandpipes and wells as well as householdpiped water. There are 13 major sewagetreatment works in Iraq, capable in theory ofserving five million people, including threefacilities that serve 3.8 million people inBaghdad. In practice, a shortage of parts,chemicals and power means they areoperating at well below capacity.

In one way this is a low-risk business.USAID guarantees dollar payment for itswork, while the rest of the programme is likelyto be financed through hard currency grantsand loans. Carrying out the work could be adifferent matter. Last year, there were bombattacks on water mains, as this was seen as away of disrupting services by opponents of theoccupation, as well as stirring up resentment.

With continued resistance by Saddamloyalists in the “Sunni Triangle” and anupsurge in anti-occupation sentiment, Iraq isnow a dangerous place for expatriate staff.

Yet apart from reconnecting Iraqis tobadly needed services, this work has othermerits. Projects of this nature have arelatively low dependence on importedtechnology and staff, and thus create jobs andstimulate the local economy.

Privatising some water services within ayear is being considered by the authorities.This may be where accusations of “colonialexploitation” arise, especially since perhaps20% of running costs are met by users. Iraqneeds to boost capacity before private sectorparticipation can be considered. �
