Monetary policy – February 2, 2016As was largely expected, the Monetary policy delivered astatus-quoonkeypolicyratesandCRR.WhilebeingconfidentofmeetingtheJanuary16deadlineofsub6%onCPI,RBIreferredtoupsiderisksinmeetingthe5%CPItargetforFY17onaccountofpayoutsforthe7theCentralPayCommissionandOROP(defence).
Whileremainingguardedoninflation,RBIsimultaneously assured adequate liquidity to the
money markets to ensure that both temporary and persistent shortages of liquidity are met adequately. This has been evidenced in the past few months as well, wherein despite persistent liquidity shortages the overnight rates have remained close to policy rates.
Reiteratingthattheyremainedineasingmode,RBIexpressed hope that Government actions at the upcoming budget would help uncover some monetary spacetoeffectfurthereasing.
Market yields and SpreadsThe long end of the curve led by the benchmark G sec witnessed selling pressure post the policy. Recent upmove in yields have been driven more as a resultofcontinuoussupply.InfactSDLswitnessedasignificantwideninginspreadsinthelastauctongiventhesignificantsupplypressure.Giventherelativelythin spreads between high grade bonds and SDLs, widening SDLs have also been exerting pressure on Corporatebonds.
FundManager’sview*Withastatusquoonpolicyrates,RBIhaseffectivelytransferred the onus back to the Government to achievetherightfiscalmixasapreconditionforfurther monetary softening. Given this context the UnionBudgetassumestremendoussignificance.Havingguidedmarketsfora3.5%fiscaldeficitforFY17,theprojecteddeficitnumbersatthebudgetwillbecritical.
Despite, a 125 bp cut in policy rates, g sec yields have rallied much lesser, partly on account of the continuous supply. With this in view, the amount of potentialslippageover3.5%asalsothelikelymeansofabsorbingthisexcesssupplyarelikelytoinfluencethemediumtermpathforGsecsandbonds.Intheabsence of near term triggers, bonds are likely to remain range bound until the budget.
