2016markedthecontinuationofoneoftheworstmarketenvironmentsinthehistoryofourindustry;however,despitethesechallengingconditions,wegeneratedpositivecashflowandtookimportantstepstoadvancekeytechnologyinitiatives.

Inlightoftheindustrydownturn,wewereforcedtomakedifficultchoicesduringthepasttwoyears.Ourfinancialaccomplishmentsthroughoutthisperioddemonstratethebenefitsoftheseactions.Wereducednetdebtbymorethan$500million,preservedourdividendand,mostimportantly,wecontinuedtoprudentlyinvestingroundbreakingnewtechnology.Inlargepart,thesesuccessesstemfromthestrategicvisiondevelopedinconjunctionwithourleadershipteamshortlyafterIassumedtheroleasNabors’ChairmanandCEOinlate2011.

Intheinterveningfiveyears,wehaverealizedapproximately$1.6billionincashproceedsfromnon-coreassetdivestitures.Weconsolidated13operatingentitiesintothree,andfiveengineeringgroupsintotwo.Thisrestructuringyieldedsignificantpermanentcostsavingsthroughthemonetizationoflow-returnassets,eliminationofredundantfunctionsandpursuitofstandardization.Wealsodeployedmultiplerigsinternationallyaswellasanewgenerationofpad-optimalrigsfortheU.S.Lower48landmarket.Wecommencedmultipleinitiativesthatintegratethesurfacesystemsofourrigswithdownholetoolsandtechnologies,bringingincreasedautomationtoourdrillingrigsandprocesses.

Thepiecesofourstrategicvisionarenowcomingtogethertocreateanewcontractdrillingbusinessmodelthat,webelieve,willmaximizevalueforshareholders.Intoday’sperformance-drivenenvironment,webelievethenewbusinessmodelfordrillingcontractorsconsistsofofferingthebest-performingfleetofrigsthatbringnextgenerationsolutionstotheoilpatch.Theresultisthedeliveryofahigherqualityandmoreproductivewellboreinfewerdaysandatalowercost.Byleveragingourfullsuiteofcurrentanddevelopingtechnologies,weexpecttoreducethenumberofthirdpartiesandensuremorepreciseandconsistentperformance.

During2016,wecontinuedtostrengthenourtechnologyportfoliobyunveilingournewproprietaryiRacker™tubularhandlingsystemthatmovesusonestepclosertofullyautomatingthedrillingprocess.Aman-lessrigfloorwithautomateddrillpipehandlingandcasingrunningfunctionshasbeenanelusiveaspirationinourindustryformanyyears,asthiswouldsignificantlyenhancethesafetyofouroperations.Whileexpensivedeepwaterrigshavethesefeatures,therearemanychallengestodesigningacompact,rugged,relativelylow-costsystemforlandrigs.WeunveiledaworkingprototypeofouriRacker™systematour2016AnalystDay.Weexpecttohavethefirstworkingunitswithcustomersbylate2017.

Wealsosuccessfullydeployedthenext-generation,fast-moving1500horsepowerPACE®-M800landrig,whichwasthefirsttofeature

growthpartnershipwithmorecareeropportunitieswithinSaudiArabia.Thispartnershipbetweenadrillingcontractorandcustomercreatesanewcommonidentityofinterestthatenablesustojointlyoptimizewellperformanceandfurtheradvancetechnology.Thejointventureiscommittedtodeployingaminimumof50newACrigsoverthenextdecade,asignificantdriverofincrementalgrowth.Theformationofthejointventureisexpectedtobecompleteandcommenceoperationsinthesecondhalfof2017.

Insummary,allofthepiecesofthestrategiesweformulatedareessentiallynowinplacesoastosignificantlyenhanceourcashflowgenerationandearningspotential.TheadvancesderivedfromtheseeffortsuniquelypositionNaborstomeettheincreasingdemandforautomateddrillingandintegrateddrillingdata.

Bycontinuingtopursueourstrategy,weexpectouradjustedEBITDAgrowthtogeneratesufficientfreecashflowtoreducenetdebttolessthanone-and-a-halftimesadjusted2020EBITDAcomparedtotoday’slevelofjustoverfive.Wealsoexpecttorestoreourreturnsoncapitalemployedtoanattractivespreadtoourcostofcapital.

Ofcourse,noneofourachievementsintechnologyoroperationalexcellencewouldbepossiblewithoutourhighlyskilledandtalentedworkforce.Ourpeoplearetherealbrainsbehindoursuccess.In2016,forthefifthconsecutiveyear,wemovedonestepclosertoachievingourultimategoalofzeroinjuriesasemployeessetanewrecordfortheCompany’stotalrecordableincidencerate.

UtilizationofbothourPACE®-X800andPACE®-M800rigscontinuestooutpacethecompetitionintheU.S.Lower48market.During2016,allsixnewPACE®-M800rigsreceivedacontractpriortocompletionofconstruction.WewillsoondeploythenewPACE®-M1000rigs,mostofwhicharealreadyundercontractpriortocompletion.ThepositivefeedbackandongoingdemandforournewestPACE®rigsisatestimonyofcustomeracceptanceandvalidatesourstrategytokeepimprovingourproductoffering,eveninthemidstofadownturn.

Wecontinuetosolidifytheintegrationbetweentherigsurfacesystemsanddownholetoolsandtechnologies.ThroughourNaborsDrillingSolutions(NDS)group,wearecontinuingtodevelopandimplementadvanceddownholedatacollection,transmissionandanalysiscapabilities.Thisprovidesformorereal-timereservoirinformationthat,ultimately,improvesourcustomers’wellborequality;whichinturn,increasesreturnsthroughhigherproductivityandultimatereservoirrecovery.Furthermore,byleveragingthesetechnologieswithourRigtelligent™controlsystem,webelievewellboreplacement,managedpressuredrilling,mudloggingandotherperformance-enhancingservicescanbedeliveredmoreconsistently,morereliablyandwithlessmanpowerthanthetraditionalmodelofseparateproviders.In2016,wesetaggressivecustomerpenetrationtargetsacrossmultipleNDSproductlines.Customeracceptanceofourtechnologysolutionscontinuestoincrease,especiallyasmarketactivitycontinuestoimprove.By2020,ourgoalistoexceed$200millionofEBITDAfromNDS.WearenowsuccessfullypursuingopportunitiesforplacingNDSservicesaroundtheworld.

Amongourothernotableaccomplishmentsin2016wasthesigningofajointventureagreementwithSaudiArabianDevelopmentCompany,awholly-ownedsubsidiaryofSaudiAramco,toforma50:50jointventurethatisexpectedtobecometheindustry-leadingonshoredrillingcontractorinSaudiArabia.Naborshasalong,mutuallybeneficialrelationshipwithSaudiAramco.Webelievethisstrategicopportunitywillexpandthatrelationship,extendourcommitmenttotheKingdomandcreatealong-term,profitable

Whiletheindustrylacksuniversallyacceptedbenchmarks,NaborscreateditsownsystemtocomparerigperformancetorecordspreviouslysetwithintheCompany.Thesystemincorporatesquality,timeandcostdimensions,aswellassafetyandoperationaldata.Proprietaryalgorithmsautomaticallydetectrigactivitiestohelpusunderstandwhatisoccurringatalltimes.Dailyandend-of-wellreportsareautomaticallygeneratedandprovidedtorigcrewsandofficepersonnel.Thesereportsprovideabreakdownbydrillerandoverallaveragesforthewell.

Sincethelaunchofthisnewsystem,wehavefoundthatoverallperformance

hasimprovedapproximately20percentacrossU.S.operations.InDecember2014,averagetrippingconnectiontimeswereapproximately1.7minutes.Today,theaveragehasimproved21percenttoapproximately1.4minutes.ThisimprovementalonehashelpedoperatorsintheU.S.save345daysduringthepast18months.Whilethisimprovementhasbeenachievedthroughmonitoringandtrackingalone,webelievethereisanopportunitytofurtherenhanceaveragetrippingtimesbyanadditional20percentthroughtheuseofautomation.

Quantifyingoverallperformanceandefficiencyofdrillingandotherrelatedactivitiesonthewellsiteprovidesgreatertransparencyandallowsustoidentifyimprovementopportunitiesandrewardourhighestperformingrigcrews.

Additionally,byprovidingremoteaccesstoreal-timedata,ourdrillers,engineersandclientscanmakebetterdecisionsandcollaboratetoquicklyresolveissuesthroughourRIGLINE24/7™CommandCenter.Bettertechnologymeansbettersupport,monitoring,connectivityandperformance.

Similartoanassemblyline,batchdrillingsavestime,reducescostsandincreasesefficiencieswhenexecutedwiththerighttechnology,teamworkandplanning.

Whileourcompetitorsinvestedinpad-suitableconventionalrigdesignsthatarelimitedascurrentlyconfigured,wedesignedrigsidealforbatchdrilling,withpad-optimalfeatures,suchasincreasedrackingcapacities,ouruniqueSide-Saddle™designandadvancedwalkingcapabilities.

Similartoatrainontracks,manycompetitorrigstravelonskidsorrails.Whileskidsystemrigscanslowlymoveinreverse,theywereprimarilydesignedtotravelonlyinonedirection.Thislimitstheoperator’sflexibilitywhenbatchdrilling,orwhiledrillingcomplexmulti-wellpadconfigurations.

Nabors continues to design and upgrade rigs that meet or exceed our customers’ requirements.

Additionally,manyconventionalandwalkingACrigsrequirespecialhandlingwhenmovingoveradjacentwellheadsduetotheplacementofancillarycomponentsontheground.

Ournewestrigsweredesignedtoovercometheselimitations.In2013,weintroducedourPACE®-X800rigwithanadvancedwalkingsystemthatenablestherigtomovequicklyoverexistingwells,alongtheXandYaxes.Sincethen,53PACE®-X800rigshavebeendeployedintheU.S.Lower48andColombia.Likeacar,itcanmoveforward,backward,andturnleftorright.Mostoftheancillaryequipmentmoveswiththerig,enablingittomoveeasilybetweenadjacentrowsofwells.

ThePACE®-X800rigwasthefirsttofeatureourproprietarySide-Saddle™design,whichincludesa15-footwideby26-foottallclearancethatallowstherigtoeasilywalkoverexistingwellheads.Theperpendicularplacementofthecatwalkpreventsinterferencewithsimultaneousoperationsonadjacentwells.

ASide-Saddle™rigisidealforbatchdrillingbecauseitcandrillthesurfacealongonerowofwells,walktotheadjacentrowandrepeatthesametasksusingthesamedrillingmud.Astherigmovesalongthelineofwells,thecatwalkandpipedonotinterferewithwellsinthesamelineoronadjacentrows,enablingsimultaneousoperationssuchascoiledtubing,offlinecementingorcasingrunning.Minimalflowlinehandlingisrequiredbecausetheancillaryequipmentmoveswiththerig,whichallowsthesubstructuretomovemoreefficientlyandacrosslongerdistanceswithoutissue.

In2016,weexpandedourPACE®rigfleettoincludeanupsizedPACE®-M800rigdesignedforhigh-densitymulti-wellpads.FeaturingthesameadvancedwalkingcapabilitiesasthePACE®-X800rig,thePACE®-M800canquicklymoveovershortdistances,withminimalrig-upandrig-downcomponents.

WearecurrentlyconvertingourexistingPACE®-BandPACE®-SrigstoaplatformequalincapacityandfunctionalitytoourPACE®-X800andPACE®-M800rigs,forafractionofreplacementorrebuildcosts.Bymid-2017,Naborswillhaveapproximately100padoptimalSmartRig™drillingsystemspoweredbyournewRigtelligent™controls.

Withaminimumof1500horsepower,22,000feetoffive-inchdrillpiperackingcapacity,ahookloadcapacityof750,000tons,three1600-horsepower7500psimudpumps,fourenginesandadvancedwalkingcapabilities,oursmartrigswillfeatureintegratedtechnologiestoenableastepchangeindownholeautomation.Ouruniquecombinationofintegratedsurfaceanddownholetechnologies,proprietarysoftwareandpad-optimalfeatureswillcreatemorevalueforcustomersasourSmartRig™drillingsystemssignificantlyreducehiddenflattimeandprovideunrivaledperformance.ThevastmajorityoftheSmartRig™drillingsystemswillfeatureSide-Saddle™substructures.

Lookingahead,wewillcontinuetoanticipatemarkettrends,deliverinnovativerigdesignsandhelpourcustomersmeettheirtoughestdrillingchallengesbydesigningtherigsofthefuture–today.

During 2016, our initial tranche of six PACE®-M800 rigs were contracted prior to completion of construction. The positive feedback from customers and ongoing demand for our new PACE®-M800 rigs validates our strategy to keep improving our product offering, even in the midst of a downturn.

INTEGRATED SURFACE SYSTEMS AND DOWNHOLE TECHNOLOGY

Poweredbyonecontrolsystem,theall-in-onesmartphonechangedthewayweliveandworkbycombiningaphone,musicplayer,GPSanddigitalcamerainonehandhelddevice.WeareimplementingthissameapproachonourdrillingrigsasweleverageournewRigtelligent™modularcontrolsystemtoseamlesslyintegratehardwareandsoftwareattherigsite.

OurRigtelligent™controlsystemsautomatemanyrepetitivetaskswhileintegratingdatafrombothdownholetoolsandsurfacesystems.Automatingthesefunctionsallowsthedrillertofollowthecustomer’swellplanwithahigherlevelofprecisionandoperationalexcellence,withouttheneedforthirdpartycontractors.

Inthepast,ourrigcrewsperformedmanymanual,repetitivetasks,suchas,openingandclosingvalvesandconnectingpipe,whileexposedtoextremeweatherconditionsontherigfloor.Thesetaskscannowbeperformedfrominsidetheclimate-controlleddriller’scabinusinganicon-basedinterfacethatisverysimilartoappsonasmartphone.Automatingthesetasksenablesconsistent,moreaccurate,top-tierperformance,basedoncustomizableinputparametersor“recipestodrill.”

EachicononourRigtelligent™controlsysteminterfacerepresentsadifferentdrillingfunction.Selectingthetopdriveicondisplaysallinformationrelatedtorotatingpipe,includinganyalertsornotificationsthedrillershouldbeawareof.Thesystem’smodulardesignallowsmoreiconstobeaddedinthefuture.

As we continue to advance today’s drilling technology and move closer to complete drilling automation, we believe it is critical to create a holistic environment of integrated hardware and software – much like you have seen with the evolution of smart phone devices.

OurdrillerscannowutilizethenewautomatedRigtelligent™controlsystemtoperformsimultaneousroutinetasksthatpreviouslyrequiredmanualeffortandhadtobecompletedinsequence.Executingthesetasksinparallelstreamlinesworkprocessesandreducesinvisibleflattimeforourcustomers.

Thesystemincorporatesitsownpitvolumetotalizer(PVT)wellcontrolmonitoringsystemandelectronicdrillingrecorder(EDR),whichcreatesalogofdrillingparameters.Italsoincludespredictivemaintenancefeatures,includingequipmentconditionmonitoring(ECM)andfuelusagemonitoringsystems.Thesefeaturescreateadditionalefficienciesandeliminatetheneedforthird-partyinstrumentationcompanies.

Asthedrillermanagesmoreadvancedwellboreplacementtasks,thesystemautomatestheprocessandseamlesslyintegrateswiththebuilt-inwiring,sensinganddecodingdevicesonNabors’SmartRig™drillingunitsanddownholedirectionaldrillingtools.Theinterfacealsoacceptsdirectionaltelemetryfromdownholesystemsofotherdirectionaldrillingcompanies.
