A computer simulation approach to risk management ininfrastructure project finance transactionsDesigned and developed byMansoor Dailami,Ilya Lipkovich,andJohn Van DyckRegulatory Reform and Private Enterprise DivisionEconomic Development Institute of the World BankAll views expressed herein are solely those of the authors, and do not necessarily reflectthe views of the World Bank Group.1Managing RiskFew issues in modern finance have inspired the interest of both practitioners andtheoreticians more than the subject of risk evaluation and management.1The ability tounderstand, measure, and weigh risk is, according to Peter Bernstein, at the heart ofmodern life.2 Virtually every investment and financing decision involving intertemporalallocation of resources under uncertain conditions is associated with some risk, which isin effect, either assumed in the expectation of a higher return, or is transferred to othersthrough hedging and/or contracting arrangements.Yet, increased exposure to risk has been an inevitable consequence of recenteconomic, technological, and financial changes, which have come to represent thedefining themes of the 1990s. These include the globalization of economic activity, themobility of capital flows across national boundaries, widespread privatization of publicsector enterprises, intensified competition, and high volatility in international financialand currency markets.In the face of such paradigmatic developments, the viability oflong-term capital investments, particularly in the core infrastructure sectors of power,transport and telecommunications, hinges critically on how risks associated with suchinvestments are evaluated and managed.The basic principle governing risk management in an infrastructure projectfinance deal is intuitive and well articulated:3 allocate project-specific risks to parties bestable to bear them (taking into account each partys appetite for and aversion to risk),control performance risk through incentives, and use market hedging instruments(derivatives) for covering market-wide risks arising from fluctuations in, for instance,interest and exchange rates.In practice, however, difficulties arise due to marketimperfections, i.e., derivative markets (swaps, forwards) for currency and interest raterisk hedging that are either non-existent or not sufficiently developed in most emergingcountries, limited contracting possibilities (due to enforceability and credibilityproblems), and differing methodologies for risk measurement and evaluation.As aresult, governments have been asked to provide guarantees for various kinds to projects,often at no charge.Project Risk EvaluationThere are two important aspects of infrastructure project finance that distinguish itfrom corporate and traditional limited recourse project finance: (a) a high concentrationof project risks in the early phase of project life cycle, i.e. the pre-completion phase; and 1 Not surprisingly, risk management has grown in recent years into a mature discipline with a wealth of literature,specialized skills, and sophisticated computer-basted systems that can be applied to investment project appraisal,pension plans, portfolio asset allocation, credit derivatives, regulatory capital adequacy for the banking sector,and derivative trading.2 See Bernstein (1996).3 The argument for risk management in project finance is stronger than in corporate finance.In the case of corporatefinance, the argument for risk management or hedging rests on the notion that hedging adds value to the extentthat it helps ensure that a company has sufficient internal funds available to take advantage of attractiveinvestment opportunities.See Froot, Scharfstein, and Stein (1993).In a project finance deal, risk managementbears directly on the success or failure of the project.2(b) a risk profile that undergoes important changes as the project comes to fruition, with arelatively stable stream of cash flows that is subject to market and regulatory risks oncethe project is completed.Figure 1 below describes the main risks that arise in thedevelopment and operational phases.Figure 1: Project life cycle: main risks[--|--|--|--|--|--|--|--|--] [--|--|--|--|--|--|--|--|--|--|--|--|--|--|--]Construction OperationMain Risks: Completion Risk Cost Overrun Risk Performance Risk Environmental RiskMain Risks: Performance Risk Regulatory Risk Environmental Risk Off-take Risk (Power Projects) Market Risk(Toll Roads)Risk Management Through ContractsProject finance transactions are typically governed by a nexus of long-term formalcontracts, written between the project promoter, the host country government, creditors,input suppliers, contractors, operators, and service providers (in the case of power).Three classes of contracts are important: concession agreements that stipulate a propertyrights transfer from the government to the project company, performance contractsbetween the project company and contractors and operators, and loan contracts betweencreditors and the project company.Such contracts are designed to share risk and toprotect contracting parties against opportunistic hold-up behavior by others.Inpractice, they address two important characteristics of infrastructure investments: (i) ahigh degree of asset specificity; and (ii) large project-specific risks that cannot bediversified in financial markets.In such relationship-specific investments, i.e. constructing a power plant, road,or bridge which cannot readily be removed and used elsewhere, investors are hesitant tomake investments without adequate contractual protection.Once the investment is sunk,the incentive system and the bargaining power of contracting parties change vis--viseach other.4Anticipating such an outcome, project promoters often insist ongovernments providing various kinds of guarantees to cover, for instance, the credit riskof the power purchaser under an IPP arrangement, or a minimum level of revenue in atoll road project. 4 See Dailami and Klein (1999) for a further discussion of the contracting forms in infrastructure finance transactionsand for a review of the related literature.3INFRISK: A Tool for Risk ManagementThis study introduces INFRISK, a computer based risk management approach toinfrastructure project finance transactions that involve the private sector.Increasing theparticipation of the private sector in the provision and financing of infrastructure servicesis a common policy objective in countries around the world.As governments are turningto private firms as owners, operators, and financiers of infrastructure, the traditionalfinancing structures and risk allocation strategies (once based on the sovereigns ability totax and borrow) are now giving way to a reliance on fee-based project financing whererisk management takes on a far greater importance.INFRISK, developed in-house within the Economic Development Institute of theWorld Bank, is intended as a guide to practitioners in the field and as a training tool forraising awareness and expertise in the application of modern risk managementtechniques.It is capable of analyzing a projects exposures to a variety of market, credit,and performance risks from the perspective of key contracting parties in an infrastructuretransaction, i.e. the project promoter, creditor, and the government.An infrastructureproject is brought to financial closure, i.e. a transaction takes place, when these partiesstrike a balance, reaching a common ground of interest and understanding.Figure 2: Major Parties to an Infrastructure Project: Analytical FrameworkSecurity of Debt Paymentand Collateral(concession agreement)Build, Operate, RaiseFinances to ProvideInfrastructure ServicesConcession Rights, Fiscal Incentives,GuaranteesGovernmentCreditorsProjectPromotersSecurity and Assuranceof Debt RepaymentTerm Debt CapitalIt is useful to think of this common ground as the solution to a bargaining gamewithin which each party maximizes its objectives, subject to the constraints set by thewillingness of others to participate.Modeling such a sequential multi-party bargaininggame is difficult, as most game theoretic approaches rely heavily on the idea of utility,which is difficult to apply operationally.5The perspective that drives the INFRISKanalytic is the concept of the economic viability of a project (see Box 1). 5 While the objectives of the creditor and project promoter can be reasonably specified as the security of loaned fundsand the optimization of investment value, respectively, the government presents difficulties.Even a simplisticfiscalist approach to governments behavior requires the estimation of social welfare losses from discriminatorytaxation and the social cost-benefit calculus of the public finance alternative.4Box 1:Economic Viability of a ProjectThe economic viability of a project is an important concept in the process of project selection, and canbe analyzed at two levels.The first level takes into account the particular regulatory structure in placefor the project, including the determination of a tariff and the type of government support (guarantees,fiscal incentives, and credit enhancement).Here, viability boils down to whether cash flows aresufficient to service the projects debt on time, and to pay a fair return to its equity holders.At adeeper level of analysis, however, economic viability also depends heavily on the consistency of thetariff rate, the governments credibility in honoring a contracted rate level, and the projects cash flowstream. Project viability therefore hinges on the governments tariff policy and support for the project,since cash flows in monopolistic markets depend importantly on the tariff charged.We analyze project viability from the perspective of creditors and equity holders in the project.Fromthe viewpoint of equity holders, we focus on the main project metrics such as IRR and NPV.Aprojects IRR is a function of the tariff charged on the supply of infrastructure services, governmentsupport, and the financing mix and terms; more specifically, we assume:IRR = f(m,r,l,s,)Where m is debt maturity, r is interest rate, l is a measure of the projects debt-equity ratio, is thetariff charged, and s represents a vector of government support, i.e. tax incentives, depreciationallowances, and guarantees provided to the project.In general IRR is an increasing function of m, l, sand , but a decreasing function of r.From the creditors perspective, we focus on the projects capacity to borrow.We define loanpayment capacity in terms of two main leverage ratios: i.e. interest coverage and debt servicecoverage.From a lenders point of view, the key criteria are the probability that such coverages arenot resources from the government to the privatesector.5Project evaluation under uncertaintyINFRISK draws on recent developments in the literature on project evaluationunder uncertainty6 to generate probability distributions for key decision variables, such asa projects net present value (NPV), internal rate of return (IRR), or a projects capacityto service its debt on time during the life of the project.Such distributions are then usedin assessing a projects economic viability, which is taken as the key criterion in projectselection.Thus, judgement on the economic viability of a project is not based solely on asingle best estimate of a projects metrics, i.e. net present value or debt servicecapacity, but also on the possible ranges of such variables and the likelihood of theiroccurrence within given ranges (see Box 1).INFRISK is capable of handling several sources of uncertainty and risk bearing ona projects economic viability.Such risks, for example, could be associated with therevenue stream (tariff rate, demand forecast for electricity in a power project, or trafficvolume forecast in a toll road project), operations and maintenance costs, andconstruction cost.The user has the option of choosing the key risk variable or variablesupon which to focus, depending on the specific features of the infrastructure project athand and the questions being addressed.For a particular risk variable of interest, the program first generates a stream ofprobability distributions for each year of a projects life through a Monte Carlosimulation technique, the methodology for which is well known and is described in Box 2and Annex 1.Typically, the relevant risk variable in a project, i.e. demand forecast,costs, and tariffs can be quantified in terms of both single best-guess estimates as well asa range of estimates over the life of a project or the early years in a projects life.Usingsuch information, a suitable probability distribution is assigned to each risk variablewithin a specified range.Care must be taken to ensure that such a priori assignedprobability distributions are consistent with the economic/statistical time seriescharacteristics of relevant risk variables.For instance, exchange rates are known to obeya log-normal distribution, while revenue from a toll-road project is likely to exhibit anasymmetric probability distribution profile, such as a Beta distribution.INFRISK offersthe flexibility of incorporating four classes of probability distributions (uniform, normal,lognormal, and beta) which provide a broad menu of probabilistic representation ofrelevant economic variables in an infrastructure project.Specification of uncertainty through time may affect a projects cash flows and isalso an important issue in project valuation.The pattern according to which uncertaintyis resolved over time clearly varies from project to project, and requires carefulconsideration.For most infrastructure projects, the nature of risk changes fundamentallyas the project reaches completion and is ready for operation.For this reason, INFRISKexplicitly recognizes the two main phases of project development and project operation.To specify how risk evolves over time, we focus on the variance of a given risk variable. 6 The literature on project appraisal under uncertainty goes back to Hertz (1964, 1979) and work done at The WorldBank in the early 1970s (Pouliquen, 1970, World Bank, 1970).Subsequent contributions include Hertz andThomas (1983), and most recently, the application of real option-theoretic models to project valuation.See alsoPaddock, Siegel and Smith (1988); as well as Copeland and Keenan (1998).6As shown in Box 2, information on the evolution of variance can be obtained from thetime series characteristics of the variable, or from the estimated range.7Computationally, INFRISK works in conjunction with Microsoft Excel andsupports both the construction and the operation phases of a capital investment project.The input to the simulation exercise includes data on projected revenues, operating costs,and other risk variable inputs which are part of the standard forecasting and cash flowanalysis.INFRISK AnalyticsAt the heart of INFRISK is a generic financial model, describing the year to yearuses and sources of funds in the context of the projects initial capitalization, its income-expenditure flows, cash flows, as well as certain specific accounts established forservicing of debt (debt service reserve), operations and maintenance, tax payments, andgeneral accounts (see Table 3 in the Annex).The drawdown of funds during theconstruction period and the distribution of cash flows during the operation phase aregoverned by a hierarchy of claims embedded in the contracts and loan covenants.If aproject, for instance, takes three years to be constructed and the distribution of totalcapital expenditures is given by 25% (1st year), 50% (2nd year), and 25% (3rd year), it isassumed that equity funds are also drawn according to the same pattern.INFRISK,however, has the flexibility of incorporating a different pattern of capital expendituredisbursement, as well as equity drawdown, depending on the particular project at hand.Driving the financial model are project specific sub-models determining operatingrevenues and costs, as functions of tariffs, capacity, output, and input prices andquantities.In a power project, for instance, operating revenues could consist of paymentsfor electric generating capacity and energy, and associated steam (in a cogenerated plant),as provided under the Power Purchase Agreement, and operating costs dependent on fuelusage and prices as well as the operation and maintenance expenses.Currently, INFRISK operates on an annual, year-by-year basis.Work, however, isunderway to introduce calendar time (day, month, year) as the basis for analysis in linewith the actual functioning of financial markets and contracts.Box 2: Probabilistic-based simulationTechnically, the stochastic process { Yt | t=1,,T } can represent the possible realization of a risk variable,Y, in an infrastructure project, over the projects lifetime, (9)For the transformed beta distribution,u1 ~ range(Y1)beta(a, b)+A,(A is the meanpreserving constant),) /(1) ( -tb a a Y A Y range + , andb a b aabY range+ + +1) 1 ()1( 0.16(range1) (10)when a=2, b =5, for instance.8Model of an IPP The Indiantown Cogeneration ProjectTo illustrate the application of INFRISK to a real-life project, we draw on theIndiantown Cogeneration Project in this section.This project provides an excellent testcase due to the extensive amount ofdetailed public information that isavailable on the projects financing mix,regulatory environment, and projectedoperating results which are contained inthe prospectus for the 1994 bond issues.This information is readily obtainablethrough the U.S. Securities and ExchangeCommission and the project company.Adetailed examination of the Indiantownproject is also available from Finnerty(1996).The Indiantown Cogeneration Project is a coal-fired facility with an electricgenerating capacity of 330 megawatts (MW) and a steam export capability of 175,000pounds per hour.Construction of the facility, located in Martin County, Florida, beganon October 21, 1992 and was completed in 1996.Construction of the project wasfinanced with a $140 million equity contribution from the partners, $505 million in FirstMortgage Bonds (1994), and $125 million in tax-exempt bonds (1994) arranged throughthe Martin County Industrial Development Authority.The project company entered into a30-year Power Purchase Agreement (PPA)with the Florida Power & Light Company(FPL), a utility under the regulatoryauthority of the Florida Public ServiceCommission.FPLs service area covers 35counties in Florida with a population of 6million or approximately half thepopulation of Florida.The PPA features atwo-tiered pricing arrangement consistingof: (i) a fixed capacity charge coveringfixed operational costs, and other financial commitments; and (ii) a variable energycharge covering costs of fuel and variable operations and maintenance expenses.Additionally, the project company contracted to provide its cogenerated steam to theCaulkins Indiantown Citrus Company for a period of 15 years.The following section presents a simplified financial model of such an IPP. Inputting Project Data into INFRISKIn INFRISK, the project data for the simulation is inputted both through an inputsheet and the INFRISK dialog boxes.The input sheet contains fundamental project datafor each year of the project.The data on this sheet is divided into two sections: one forthe construction period and one for the operational period.The program offers a large degree of flexibility when the user is creating her owninput sheet.Different types of inputs can be placed anywhere within the appropriatesection (construction or operation) and in the order of the users choice. However, thetwo sections must be separated, and each of them starts with the heading line that labelsthe subsequent columns with the year identifiers (i.e., 1992, 1993, etc.). For theConstruction Phase table, the heading line must contain YRCONin the second column(as shown on the example sheet below). Using the dialog boxes to specify desired settings for the simulationThe INFRISK Main DialogOnce the main project data are entered in the input sheet, the user can specify thesettings regulating the functioning of the INFRISK simulation.This is done through themain dialogs key sections, which cover the following areas:Macroeconomic ParametersConstruction Cost (Note: Information on construction costs can be viewed butnot changed in the dialog box.It can only be changed on the input sheet.)Risk VariablesDebt Capital InfoEquity Capital InfoOutput OptionsClicking thebutton in any of these sections allows the user to modify thesimulation settings.For example, to set the tax rate, click the edit button in themacroeconomic parameters section, which will open a dialog where the tax rate can bechanged.The following pages give a more detailed breakdown of the capabilities of eachof the sections of the main dialog box.16Macroeconomic ParametersIn this dialog, the user can specify the main macroeconomic parameters that have directinfluence on a projects cash flows, such as the applicable discount rate, the corporateincome tax rate, allowable asset life for calculating depreciation for tax purposes, and ameasure of welfare-loss due to distortionary taxation (used in the INFRISK social welfarefunction to calculate the governments willingness to participate in a project.)Construction CostThis dialog is for informational purposes only and allows the user to viewinformation on the construction period, total construction cost, and the allocationschedule of costs over the construction period.Changing this data can be done throughthe specified input sheet via the variable labeled as CK.17Risk VariablesINFRISK is capable of handling several sources of uncertainty and risk thatinfluence a projects economic viability.Such risks, for example, could be associatedwith revenue stream (tariff rate or traffic volume forecast in a toll road project),operations and maintenance costs, and projected construction cost (in an IPP).The userhas the option of choosing the key risk variable upon which to focus, depending on thespecific features of the infrastructure project at hand.For a particular risk variable, the program generates a number of probabilitydistributions for each year of the projects life (concession) using a Monte Carlosimulation technique.INFRISK can use one of fourprobability distributions(uniform, normal, beta, andlog-normal) as the errorgenerator.Uncertainty throughtime is incorporated byspecifying how the parameter(i.e. mean and variance)changes over time (see Annexfor details).Once a variable is selected for the Monte Carlo simulation, the Risk VariableOptions dialog opens, allowing the user to specify the desired options.The projection ofthe data section of this dialog determines the source of data for the variable it is eitherstored in the input sheet specified in the main dialog, or can be generated according to theusers specifications (by specifying lag, intercept, and slope).By manipulating these18three parameters, the user can specify a variety of models.For instance, the random walkprocess for the logs of exchange rate can be easily specified by putting a unit coefficientfor the lagged value and zeros for all other.If the user does not know the values for someparameters, he can check theestimated option, thenINFRISK will use the data specifiedat the data for estimation textbox to obtain its own estimate.The Random Component section allows the user to specify the distributionfunction, and other parameters associated with it.If the data are expected to possess astochastic term, the user can provide the parameters for the error term, namely itsdistribution and the standard deviation.Several options can be used to specify thestandard deviations for the random process:User-defined standard deviationEstimated from the historical data (the location to historical data is specifiedin the data for estimation text box) using their residuals from the trend ordeviations from a random walk model (first differences), when the projectedvalues are used as the mean.Estimated from the ranges provided by the user in the input sheet.The rangesmust be labeled following the format Range (for instance,ORRange).In this section, the user can also specify the following:Distribution.Allows the user to select the probability distribution function for theerror term.Presently, INFRISK can handle four different error distributions:Normal, Lognormal, Beta, and Uniform.The Beta distribution option allowsthe user to model the errors around the trend using a right-skewed distributionbased upon a member from the beta family (as an example, see Box 4 for a formaldescription of Beta distribution, its probability density function, and someimportant parameters).Positioning.Specifies whether the selected distribution is positioned around,above, or below the trend.
